Summary

DocuSign's fiscal 2023 second quarter revenue came in at $622.2 million, up 21.6% from $511.8 million in the prior-year quarter, and year-to-date revenue reached $1.21 billion, up 23.4%. Gross profit of $485.5 million rose 22.0%. GAAP gross margin of 78.0% was up 0.3 percentage points from 77.8%. Profitability moved the other way. The operating loss widened to $41.1 million from $22.6 million a year earlier, and the operating margin fell to -6.6% from -4.4%. Net loss for the quarter was $45.1 million, compared with $25.5 million, and diluted net loss per share widened to $0.22 from $0.13. Six-month net loss was $72.5 million, compared with $33.9 million, and the year-to-date diluted loss per share was $0.36 versus $0.17. On a non-GAAP basis, diluted net income per share was $0.44, down from $0.47.

Cash generation weakened sharply in the quarter. Operating cash flow was $120.9 million, down 32.0% from $177.7 million in the prior-year quarter, and capital expenditures of $15.4 million were down 3.4% from $15.9 million. Over the first six months, operating cash flow of $317.2 million was up 1.2% from $313.3 million, while capital expenditures of $37.1 million rose 30.1% from $28.5 million. Free cash flow, a non-GAAP measure, was $105.5 million, compared with $161.7 million a year earlier. Deferred revenue of $1.07 billion was up 17.4% from $914.6 million, and remaining performance obligations of $1.70 billion were up 30.8% from $1.30 billion. Billings of $647.7 million, also non-GAAP, were up 9% year over year, a slower pace than reported revenue growth.

The product story centered on the Agreement Cloud 2022 Product Release 2. DocuSign introduced Shared Access, which lets a user send or manage envelopes on another user's behalf, and enhanced Bulk Send and Agreement Actions. It launched an eSignature app for Stripe so finance and support teams can view agreements and payments side by side. CLM gained a Slack integration, AI-assisted data capture, and a connector for Coupa. DocuSign Notary added notaries seated in New Jersey and Oregon, taking the number of supported states to 25. Customer counts kept growing. DocuSign reported more than 1.2 million customers and roughly 191,000 enterprise and commercial customers as of July 31, 2022, versus more than 148,000 enterprise and commercial customers a year earlier. Customers with more than $300,000 in annualized contract value rose from 714 to 992. No single customer accounted for more than 10% of total revenue in any period presented.

Guidance for the quarter ending October 31, 2022 puts billings at $584 million to $594 million, with non-GAAP gross margin of 79% to 81% and non-GAAP operating margin of 16% to 18%. The outlook for the full fiscal year ending January 31, 2023 sets billings at $2,550 million to $2,570 million, again with a 79% to 81% non-GAAP gross margin and a 16% to 18% non-GAAP operating margin. The company did not reconcile its non-GAAP outlook to the corresponding GAAP measures, citing stock-based compensation expense.

Maggie Wilderotter is serving as interim CEO and board chair, and she framed the period as a transition, pointing to a $50 billion market opportunity and a clear set of vital few deliverables for people initiatives and the product roadmap. Risks disclosed in the filing include the pandemic's uneven effect on customer demand, inflation, rising interest rates, market volatility, competition, and foreign currency swings. Management said it expects to keep incurring operating losses for the foreseeable future while it invests in growth, and it noted that the full effects of demand shifts may not show up quickly because subscriptions are recognized ratably.

Risks

HIGHTalent Retention

In June 2022, President and CEO Dan Springer and COO Scott Olrich resigned, and Board Chair Maggie Wilderotter was appointed interim President and CEO. The filing says there have been several other senior leadership transitions in recent months and warns that failure to find a timely suitable permanent CEO or ensure an effective transition could hinder strategic planning and business execution.

HIGHOperating Losses

The company has a history of operating losses and may not achieve or sustain profitability. Net loss widened to $72.5 million for the six months ended July 31, 2022 from $33.9 million in the prior-year period, and accumulated deficit was $1.5 billion as of July 31, 2022; MD&A says the company expects to continue to incur operating losses for the foreseeable future.

HIGHConcentration Risk

A majority of revenue comes from the DocuSign eSignature product, and slower or declining adoption of eSignature without a corresponding increase in other products could cause operating results to suffer. Subscription revenue was 97% of total revenue in the three and six months ended July 31, 2022.

MEDIUMMacroeconomic

Unfavorable global economic conditions, inflation, rising interest rates, regional and global conflicts, and reductions in information technology spending could cause customers to slow spending. MD&A notes customer priorities, resources and economic outlook change and can shift more quickly than anticipated.

MEDIUMSales Cycle

The sales cycle with enterprise and commercial customers is long and unpredictable, generally three to nine months and longer for DocuSign CLM and other advanced offerings. The timing of revenue recognition is difficult to predict, and sales and marketing spend may not result in a sale.

MEDIUMCompetition

The primary global e-signature competitor is Adobe Sign, and competitors may offer lower pricing or bundle competing products. Many competitors have longer operating histories and greater financial, technical, and marketing resources, which may impair the ability to add or retain customers.

MEDIUMCOVID-19

The pandemic caused periods of exceptionally high revenue growth followed by periods in which the urgency of customer demand slowed. Due to the subscription-based model, the full effects may not be reflected until future periods, and abatement of the pandemic could result in decreased demand or a more challenging sales environment.

MEDIUMCybersecurity Incident

Systems and security measures have been compromised in the past, and remote or hybrid work may rely on less secure systems and increase cybersecurity risk. A breach could lead to customer loss, regulatory fines, litigation, and reputational harm.

MEDIUMDebt

As of July 31, 2022, the company had $37.1 million principal outstanding under the 2023 Notes and $690.0 million principal outstanding under the 2024 Notes, plus $500.0 million available under a credit facility. Servicing debt requires significant cash, and the credit facility restricts cash payments on note conversion or repurchase if covenants are not met.

MEDIUMERP Implementation

The company is implementing a new enterprise resource planning system, which is a complex project requiring significant capital and human resources. Delays, increased costs, or failure to operate as intended could disrupt operations, financial management, and reporting, and could adversely affect internal control over financial reporting.

MEDIUMRegulatory

The company is subject to e-signature, privacy, data protection, and information security laws, and handles sensitive customer data subject to authorities such as the FTC and OCR. Actual or perceived noncompliance could result in government investigations, fines, litigation, and inhibited sales.

LOWInternational

International expansion faces countries with less familiarity with e-signature, requiring compliance with varying laws such as eIDAS and eHanko. Foreign governments also regulate encryption and import/export, which could limit distribution or delay product introductions.
