Summary
RingCentral entered the second quarter of fiscal 2024 with steady top-line growth and a much smaller loss profile. Total revenue was $592.91 million for the quarter, up 9.9% from the prior-year quarter. Gross profit reached $416.24 million, up 11.0%, as gross margin improved to 70.2%, up 0.7 percentage points. The company still reported an operating loss of $5.36 million, but that loss narrowed; operating margin was -0.9%, up 7.5 percentage points. Net loss was $14.75 million, also narrowed, and diluted EPS was -$0.16, narrowed from the prior-year quarter. On a year-to-date basis, revenue was $1.18 billion, up 9.7%, and gross profit was $829.97 million, up 11.0%. Year-to-date gross margin was 70.5%, up 0.8 percentage points. The year-to-date operating loss was $16.26 million, narrowed, with operating margin at -1.4%, up 7.9 percentage points. Year-to-date net loss was $43.25 million, narrowed, and diluted EPS was -$0.47, narrowed.
Cash generation was a clear highlight. Operating cash flow was $127.08 million for the quarter, up 40.1% from the prior-year quarter. Capital expenditures were $5.05 million, up 13.9%. Free cash flow, which is a non-GAAP measure, was $109 million, compared with $73 million in the prior-year quarter. Deferred revenue was $262.10 million, up 15.4%, and remaining performance obligations were $2.60 billion, up 13.0%. Year-to-date operating cash flow was $223.18 million, up 12.0%, while year-to-date capital expenditures were $11.19 million, down 15.0%. Cash and cash equivalents ended the quarter at $199 million, and the company spent $82 million repurchasing shares during the quarter, leaving roughly $326 million on its authorization. In June 2024 it also closed the purchase of certain assets of Mitel for $26.3 million in cash.
Operational metrics showed the same mix of growth and efficiency. Annualized exit monthly recurring subscriptions rose 9% to $2.43 billion. Mid-market and enterprise ARR increased 11% to $1.52 billion, and enterprise ARR increased 12% to $1.05 billion. Net Monthly Subscription Dollar Retention Rate held above 99%. Non-GAAP operating margin was 20.9%, up 160 basis points, and non-GAAP operating income was $124 million. Adjusted EBITDA was $146 million, or 24.6% of total revenue. Non-GAAP diluted EPS was $0.91, compared with $0.83 in the prior-year quarter. Management pointed to product momentum. RingEX won Whirlpool and two 10,000-plus seat deals in retail, RingCX added more than 300 features and new integrations with ServiceNow, HubSpot and Microsoft Teams, and RingCentral Events signed a six-figure deal with a global consulting firm. Cox Communications selected RingCentral for future UCaaS and CCaaS solutions, Vodafone Business expanded its partnership to resell RingCX, and Avaya and RingCentral launched a hybrid offering. Fitch also moved its outlook on RingCentral's corporate debt rating from Stable to Positive.
Guidance points to continued growth alongside GAAP losses. For the full year 2024, management raised its total revenue and subscriptions revenue outlooks, each representing annual growth of 9%. Full-year non-GAAP operating margin guidance is 21.0%, and non-GAAP EPS guidance is $3.62 to $3.67. Free cash flow guidance was raised to $395 to $400 million. For the third quarter of 2024, management guided total revenue to year-over-year growth of 8% and non-GAAP EPS to $0.92 to $0.93, with a non-GAAP operating margin of 21.0%.
Risks remain. Persistent inflation, higher interest rates, supply chain disruptions, geopolitical conflict and currency fluctuations could shift buying behavior. RingCentral warned that larger customers may slow hiring and rationalize headcount, which could reduce upsell of additional RingEX services and add variability to contract duration, timing of purchases, churn, renewals and payment terms. Interest expense increased sharply, mainly from the Credit Agreement and the 2030 Senior Notes. Management plans to use part of its free cash flow to cut gross debt from $1.5 billion to no more than $1 billion before the end of 2026 and to offset dilution from stock-based compensation through buybacks.

Risks
A substantial portion of revenue depends on agents, brokers, resellers, global service providers and strategic partners, and certain strategic partners have failed in the past and may fail minimum seat or revenue commitments. RingCentral is transforming its channel partner go-to-market strategy to a resale/wholesale model, requiring significant systems and process changes that could delay the strategy and impact revenue.
RingCentral relies on Zoom, NICE inContact and Bandwidth to deliver video, contact center and SMS services, and on Microsoft Teams direct routing certification that Microsoft may discontinue. The filing states inability to offer these third-party solutions would have a material adverse effect on the company, operations, revenues and financials.
U.S. mobile carriers require businesses using SMS on over-the-top providers, including RingCentral, to register with The Campaign Registry, and Bandwidth will block SMS from unregistered numbers starting December 1, 2024. TCR registration and vetting can cause customer churn, especially among SMB customers, and inability to provide SMS to affected customers would have a material adverse effect.
MD&A highlights increased interest expense related to the Credit Agreement and 2030 Senior Notes, and risk factors cite restrictive covenants under the Credit Agreement and Senior Notes Indenture. Debt maturities and future refinancing needs could strain liquidity or require less favorable terms.
MD&A states persistent inflation, higher interest rates, supply chain disruptions and geopolitical conflict create uncertainty. It specifically notes past and possible future lower upsell of additional RingEX services as customers slow hiring and rationalize employee counts, which could pressure subscription revenue.
The company continues to target medium-sized and larger businesses, which it expects will bring higher costs and longer sales cycles as purchasing decisions require more technical personnel and management approvals. MD&A also warns that the macroeconomic environment may affect buying behavior from larger customers.
The company is investing more significantly in AI across RingEX, RingCX, RingSense and Events, while peers and competitors are also investing in AI. Risk factors state deploying AI presents legal and business risks and there is no assurance that RingSense or other AI-powered features will enhance the business or profitability.
The UCaaS, CCaaS, CPaaS, messaging, video and AI markets are intensely competitive, with named competitors including Microsoft, Zoom, Alphabet, Salesforce, Twilio and others. Competitors may adopt more aggressive pricing, promotions or freemium models, which could reduce prices, increase customer acquisition costs, slow growth or increase churn.
The Convertible Notes have a conditional conversion feature that, if triggered, could require RingCentral to settle conversions in cash, adversely affect liquidity and cause reclassification of debt as current. The capped call counterparties are financial institutions, and a counterparty default could result in more dilution or adverse tax consequences.
The filing discloses past communications fraud, data breaches through social engineering and denial-of-service events. Continued movement up market and use of AI features may increase target attractiveness and cybersecurity risk, and a breach could lead to liabilities, remediation costs and reputational harm.
Future performance depends on senior management, especially co-founder and CEO Vladimir Shmunis, and highly skilled personnel, and executives are not bound by written employment agreements. Recent headcount reductions and lower share-based compensation could affect the company's ability to retain and motivate employees.
A significant portion of revenues comes from small and medium-sized businesses, which may have fewer financial resources to weather an economic downturn. Weakness could increase churn, down-sell and rejected credit or debit card payments.
RingCentral operates globally, with significant software development and operations in Georgia and customer support in the Philippines, and cites the Russia-Ukraine war, Israel-Hamas war, U.S.-China relations and the upcoming U.S. presidential election as risks. These factors could disrupt operations, increase costs or heighten cyber-attack risk.
The Series A Convertible Preferred Stock has preferential dividend and liquidation rights and can be automatically redeemed at $1,000 per share upon certain change-of-control events. These obligations could reduce cash available for working capital and limit additional financing.
