Fortinet reported total revenue of $1.03 billion for the second quarter of 2022, up 28.6% from $801.1 million in the same quarter of 2021. Product revenue grew 34.3% and service revenue grew 25.2%. Bookings of $1.38 billion rose 42.1%, and billings of $1.30 billion rose 35.7%. For the six months ended June 30, 2022, revenue was $1.98 billion, up 31.3% from $1.51 billion a year earlier. Management credited an elevated threat landscape and demand for the Core Platform, which accounted for more than half of product revenue growth. The Americas contributed 40% of revenue and grew 23%, EMEA 38% and grew 28%, and APAC 22% and grew 42%.
Gross profit was $779.3 million, up 26.9%, but gross margin fell to 75.7% from 76.7%, a decline of 1.0 percentage point. The company pointed to the consolidation of Alaxala, cost increases, and a mix shift toward lower-margin product revenue. Operating income rose 32.4% to $195.3 million, and operating margin improved to 19.0% from 18.4%. Net income was $173.5 million, up 26.2%, and diluted EPS was $0.21, up $0.05. Non-GAAP operating margin was 24.8%, down from 25.4%.
Cash generation was the soft spot. Operating cash flow fell 22.7% to $323.4 million from $418.2 million, and free cash flow was $283.5 million versus $394.7 million. For the six months, operating cash flow was $719.5 million, down 2.0% from $734.1 million. For the full fiscal year 2022, the company guided to billings of $5.560 billion to $5.640 billion, non-GAAP gross margin of 75.0% to 76.0%, non-GAAP operating margin of 25.0% to 26.0%, and non-GAAP diluted EPS of $1.01 to $1.06. Days sales outstanding rose to 80 days from 66 days. Purchase commitments totaled $1.49 billion, up $0.35 billion from $1.14 billion at December 31, 2021. Fortinet suspended operations in Russia in March 2022 and is not recognizing service revenue on suspended contracts there. Management also flagged inflation, recession fears, and the war in Ukraine. Headcount reached 11,508, up 13% from 10,195 at December 31, 2021, and spending on property and equipment is expected to be $140 million to $170 million in the second half of 2022.

Risks
Ongoing product and component shortages, including chips, have caused extended lead times and de-commitments from contract manufacturers and suppliers. MD&A states Fortinet does not have enough inventory to promptly meet all demand and increased purchase commitments to $1.49 billion as of June 30, 2022, up $0.35 billion from December 31, 2021.
Total gross margin decreased 1.0 percentage points in Q2 2022 and 2.7 percentage points year to date versus prior-year periods, driven by supply chain cost increases, Alaxala consolidation, and a revenue mix shift to lower-margin product revenue. MD&A expects component and shipping cost challenges to continue.
Inflation, possible stagflation or recession, and reduced IT spending could cause longer sales cycles, lower prices, higher channel partner default rates, and slower growth. MD&A cites uncertainty from inflation and the economic downturn and possible recession.
Fortinet suspended sales, support, and operations in Russia on March 7, 2022 and is not recognizing service revenue on suspended Russian contracts. Risks include Russian distributor receivable failures, sanctions compliance costs, and retaliatory actions.
Substantially all revenue comes through channel partners, and one distributor accounted for 30% of total net accounts receivable as of June 30, 2022, while six distributor customers were 68% in aggregate. Partner insolvency, consolidation, or failure to pay could harm billings and cash flow.
Days sales outstanding increased to 80 days in Q2 2022 from 66 days in Q2 2021, and the accounts receivable allowance for credit losses rose to $5.2 million as of June 30, 2022 from $2.4 million as of December 31, 2021 due to past due invoices over 60 and 90 days. This signals elevated collection risk.
Growth strategy depends on large and medium-sized enterprises, service providers, and government organizations, where sales cycles can exceed 12 months and traction has been uneven. Delays or lost large deals could materially affect quarterly results.
Fortinet historically receives a substantial portion of quarterly sales orders and billings in the last two weeks of the quarter. Logistics, power, system, or trade compliance delays at quarter-end could cause billings and revenue to fall below expectations.
The network security market is intensely competitive, with larger competitors having greater resources, broader product lines, and stronger U.S. government relationships. Price competition and product refresh cycles could pressure growth and margins.
Competition for sales, support, and engineering personnel is intense, especially in the San Francisco Bay Area and Vancouver. Return-to-office plans may lead to attrition or hiring difficulty, and loss of senior management like Ken Xie or Michael Xie could delay strategic objectives.
As of June 30, 2022, Fortinet had $989.4 million of senior notes outstanding and is permitted to incur more debt. Covenants, change-of-control repurchase obligations, and credit rating changes could reduce liquidity and flexibility.
Ongoing tax audits in the United Kingdom, Canada, Germany, and other jurisdictions focus on allocation of profits among legal entities. OECD tax changes and transfer pricing challenges could increase the worldwide effective tax rate.
