Summary

Veeva opened fiscal 2023 with total revenue of $505.1 million for the quarter ended April 30, 2022, up from $433.6 million a year earlier. Gross profit was $365.6 million, up from $317.4 million, but gross margin slipped to 72.4% from 73.2%. Management pointed to weaker professional services margins as the company adds staff to its global services organization and Veeva Business Consulting. Subscription services grew 18% year over year and total revenue grew 16%, so the subscription mix kept climbing.

Costs grew faster than revenue. Research and development expense rose 36% to $113.5 million, sales and marketing rose 18% to $76.1 million, and general and administrative expense rose 17% to $48.3 million. Stock-based compensation climbed to $67.1 million from $48.5 million. GAAP operating income was $127.7 million, down from $128.4 million, and the operating margin fell to 25.3% from 29.6%. GAAP net income was $100.1 million, down from $115.6 million, and diluted earnings per share were $0.62, down from $0.71. The effective tax rate rose to 23.2% from 13.1%, which management tied to a smaller excess tax benefit from equity compensation, $5 million against $17 million.

Cash generation held roughly flat. Operating cash flow was $481.0 million, up from $478.4 million, and the first quarter is seasonally the strongest for collections. Current deferred revenue rose to $723.7 million from $608.7 million. Management cautioned that quarterly moves in deferred revenue are a poor guide to future revenue because of multi-year contracts with escalating fees and customer-requested changes to renewal dates. It also warned that the Tax Cuts and Jobs Act requirement to capitalize and amortize research and development expenditures could materially reduce cash flow beginning in the second quarter of fiscal 2023.

On a non-GAAP basis, which strips out stock-based compensation, purchased intangible amortization and the related tax effects, operating income rose 10% to $199.6 million and net income rose 9% to $159.8 million. Non-GAAP diluted earnings per share were $0.99 against $0.91.

R&D Solutions carried the mix shift inside the subscription base, and management expects the contribution from that side to keep rising. A top 20 pharmaceutical company selected twelve Development Cloud products across clinical, quality and regulatory as its enterprise standard. More than 350 customers now run at least two Development Cloud applications, and management puts the company at just 15% penetration of a $7 billion addressable market on the research and development side. Veeva Link added four data applications, and the data products were grouped under the Veeva Data Cloud brand. The Veeva Commercial Summit in Boston drew more than 1,400 attendees.

Guidance for the fiscal second quarter ending July 31, 2022 calls for non-GAAP operating income of $201 million to $203 million and non-GAAP diluted earnings per share of $1.00 to $1.01. For the full fiscal year ending January 31, 2023, Veeva targets non-GAAP operating income of about $835 million and non-GAAP diluted earnings per share of approximately $4.16. The company does not provide GAAP targets for those periods because it cannot reasonably predict stock-based compensation and amortization of purchased intangibles.

Risks center on hiring costs and customer behavior. Veeva lifted salaries for most employees by 5% effective September 1, 2021, and this year's compensation review produced larger increases than prior years, which will push up expenses across every cost category. The company still expects life sciences customers to cut sales representatives by roughly 10%, with most of that reduction landing in fiscal 2023 and some in fiscal 2024, a move that could soften demand for Veeva CRM and other commercial products. Management also flagged COVID-19 uncertainty, inflationary pressure, foreign currency swings, and the Russian invasion of Ukraine, which it does not expect to have a material impact.

Risks

HIGHCompetition

Veeva faces competition from IQVIA, Dassault Systemes Medidata, Oracle, Microsoft, and others, and is in active litigation with IQVIA and Medidata. Competitors may have greater financial, technical, and marketing resources, and pricing pressure could reduce sales and margins.

HIGHConcentration Risk

Top 10 customers accounted for 31%, 36%, and 36% of total revenues in fiscal years ended January 31, 2022, 2021, and 2020, respectively. Nearly all revenues are from life sciences customers, so consolidation, bankruptcies, or regulatory changes in that industry could reduce demand.

HIGHSales Cycle

Core Veeva CRM has substantial market penetration, and Veeva expects life sciences companies to reduce sales representatives by roughly 10%, mostly in fiscal year ending January 31, 2023 with some in fiscal year ending January 31, 2024. Commercial Solutions fell to approximately 54% of total revenues in the quarter ended April 30, 2022 from 56% in fiscal year ended January 31, 2022.

HIGHTalent Retention

Competition for skilled employees is intense; Veeva increased salaries for most employees by 5% effective September 1, 2021, and annual compensation increases in the quarter ended April 30, 2022 were higher than previous years. These changes are likely to increase expenses across all cost and expense categories.

HIGHMargin Pressure

Operating income was down 0.6% and net income was down 13.4% in FY2023 Q1 versus FY2022 Q1, while operating margin was down 4.3 percentage points and gross margin was down 0.8 percentage points. Management expects total operating expenses to continue increasing and to have a negative impact on operating margin.

HIGHGrowth Decline

Management expects total revenues and subscription services revenue growth rates to decline compared to the prior fiscal year. In FY2023 Q1 total revenue grew 16.5% and subscription services revenue grew 18%, but cost of revenues and operating expenses increased faster than revenue.

HIGHThird-Party Dependency

Veeva depends on salesforce.com for Veeva CRM and certain multichannel CRM applications; the agreement expires September 1, 2025 and salesforce.com can terminate in specified circumstances. The agreement limits sales to drug makers in pharmaceutical and biotechnology industries, and termination or non-renewal would require a replacement platform or a five-year wind-down.

HIGHData Access

Third-party data providers, especially IQVIA, have restricted customer uploads of healthcare professional, organization, and prescription drug data into Veeva applications such as Veeva Network Customer Master, Veeva Nitro, and Veeva Andi. IQVIA stated it will deny all customer requests for new IQVIA data types in Veeva applications, which has harmed sales and customer adoption.

HIGHTax Regulation

Tax Cuts and Jobs Act of 2017 requires capitalization and amortization of research and development expenditures; if not deferred, repealed, or modified, it will materially reduce cash flows beginning in the second quarter of fiscal 2023. The tax risk factor also notes potential increases in effective tax rate from global minimum tax and digital services taxes.

MEDIUMMacroeconomic

Russian invasion of Ukraine, inflationary pressures, and continuing COVID-19 uncertainty may cause instability in global financial markets and disrupt life sciences demand. Changes in exchange rates negatively affected revenues as expressed in U.S. dollars for the quarter ended April 30, 2022, and Veeva expects revenues as expressed in U.S. dollars to be negatively affected by exchange rates for fiscal year ending January 31, 2023.

MEDIUMRegulatory

Increasingly complex global data protection and privacy laws, including GDPR, CCPA, CPRA, HIPAA, and China's PIPL, impose compliance costs and potential fines. Data localization and cross-border transfer restrictions may require additional investment and reduce demand for Veeva data products.

MEDIUMGovernance

Conversion to a Delaware public benefit corporation requires directors to balance stockholder financial interests with stakeholder interests and the public benefit purpose, and creates limited legal precedent and litigation risk. The dual-class structure also concentrates voting control until October 15, 2023.
