Summary
Salesforce's third quarter of fiscal 2023 produced revenue of $7.84 billion, up 14% year over year, or 19% growth in constant currency. Gross profit was $5.75 billion, up 14.5%. Operating income was $460 million, up from $38 million a year earlier, and GAAP operating margin was 5.9% against 0.6% in the prior-year quarter. The bottom line moved the other way. Net income was $210 million, down 55.1%, and diluted EPS was $0.21, down 55.3%. Gross margin was 73.4%, up from 73.1%. The quarterly operating margin expansion is the headline, and it came while revenue growth stayed in double digits.
Year to date the picture is weaker below the operating line. Revenue was $22.97 billion, up 19.8%, and gross profit was $16.71 billion, up 18%. Operating income was $673 million, down 7%. Net income was $306 million, down 79.2%, and diluted EPS was $0.31, down 79.7%. Gross margin was 72.7%, down 1.1 percentage points, and operating margin was 2.9%, down 0.8 percentage points. Management attributed the revenue increase to volume-driven new business rather than pricing, and headcount is up 32% since October 31, 2021.
Non-GAAP operating margin was 22.7% in the quarter and non-GAAP diluted EPS was $1.40. Free cash flow was $0.12 billion, down 52%. Operating cash flow was $313 million in the quarter, down 22.5%, and $4.32 billion for the first nine months, up 7.6%. Capital expenditures were $198 million in the quarter, up 19.3%, and $580 million year to date, up 5.5%. Remaining performance obligation ended the quarter at $40.0 billion, up 10.2%, and deferred revenue was $11.19 billion, up 10.6%.
On guidance, management pointed to fourth quarter fiscal 2023 revenue growth of 8% to 10% year over year, or 12% to 13% in constant currency, and full year fiscal 2023 revenue growth of 17% year over year, or 20% in constant currency. Full year non-GAAP operating margin guidance is 20.7% and full year non-GAAP EPS guidance is $4.92 to $4.94. Fourth quarter non-GAAP EPS guidance is $1.35 to $1.37. The company guided full year operating cash flow growth of 16% and fourth quarter current remaining performance obligation growth of 7%. Revenue guidance carries a $250 million foreign exchange hit in the fourth quarter and a $900 million hit for the full year, and full year guidance includes Slack contributions slightly above $1.5 billion net of purchase accounting. The guidance assumes no change in the value of the strategic investment portfolio.
Executives described a difficult buying environment. Since July 2022 customers have shown more measured buying behavior, stretched sales cycles, more approval layers and deal compression, and those trends continued in the third quarter. Foreign currency fluctuations cut revenue by about 4% in the quarter and current remaining performance obligation by about 4% as of October 31, 2022. The dollar has strengthened notably against the Euro, British Pound Sterling and Japanese Yen, and management expects lower near-term revenue growth as a result. The fourth quarter is historically the strongest for new business and renewals, which raises the stakes on the current guidance. Attrition excluding MuleSoft, Tableau and Slack was below 7.5% as of October 31, 2022. Salesforce repurchased about 11 million shares for approximately $1.7 billion in the quarter and had $8.3 billion remaining under its authorization. Headcount reached 79,824. On taxes, the Inflation Reduction Act adds a 15% corporate alternative minimum tax effective fiscal 2024 and a 1% excise tax on stock repurchases made after December 31, 2022, and a tax provision requiring capitalization and amortization of research and development costs could materially raise future cash taxes. Debt maturities begin in April 2023, and the company was in compliance with all debt covenants as of October 31, 2022.

Risks
MD&A states that beginning in July 2022 customers showed more measured buying behavior, stretched sales cycles, additional approval layers and deal compression, trends that continued in FY2023 Q3. Although FY2023 Q3 revenue rose 14.2% and RPO rose 10.2% year over year, slower new and renewal business could pressure future revenue, RPO and the ability to meet guidance and long-term targets.
The risk factors and MD&A highlight that sales efforts targeted at larger enterprise customers may lengthen and increase the cost of the sales cycle, create pricing pressure and implementation challenges, and delay revenue recognition. MD&A specifically notes stretched sales cycles, additional customer approval layers and deal compression in FY2023 Q3.
MD&A reports that foreign currency fluctuations negatively impacted revenue by approximately four percent in the three months ended October 31, 2022 and negatively impacted current remaining performance obligation by approximately four percent as of October 31, 2022 compared with constant currency rates. The U.S. Dollar strengthened significantly against the Euro, British Pound Sterling and Japanese Yen, and the company expects lower revenue growth near term.
Risk factors disclose that in April 2022 a threat actor obtained unauthorized access to several Heroku databases, downloaded customer security credentials and passwords for GitHub, downloaded passwords for a subset of customer user accounts and accessed an encryption key. Although the incident was not deemed material to business or financial results, future breaches could cause reputational harm, legal exposure and a material adverse effect.
Risk factors state that the company may fail to realize all anticipated benefits of the Slack acquisition, its largest to date, and that integration may take longer than expected and disrupt operations. MD&A notes that Slack acquisition timing affected comparability and expenses for the nine months ended October 31, 2022.
Customers have no obligation to renew, and some may renew for fewer subscriptions, shorter contract lengths or lower cost offerings, making attrition difficult to predict. MD&A reports the attrition rate excluding MuleSoft, Tableau and Slack was below 7.5 percent as of October 31, 2022, but it may increase over time.
Risk factors note periodic changes to the sales organization can be disruptive and reduce growth. MD&A states that go-to-market organization changes within the Data offering caused greater short-term disruption than anticipated and lower revenue growth in the second half of fiscal 2022 and first quarter of fiscal 2023, and the company continues to adjust its Tableau offering.
The strategic investment portfolio is subject to partial or total loss of invested capital and significant fair value changes. MD&A reports gains on strategic investments, net of $23 million for FY2023 Q3 versus $363 million in the prior-year quarter, and $75 million year to date versus $1.18 billion in the prior-year period, with $68 million of impairments in the quarter and an unrealized loss on publicly held investments of $103 million year to date.
MD&A discloses that the Tax Cuts and Jobs Act provision requiring capitalization and amortization of research and development costs is effective starting fiscal 2023 and may materially increase future cash taxes. The Inflation Reduction Act introduces a 15 percent corporate alternative minimum tax effective fiscal 2024 and a 1 percent excise tax on certain stock repurchases after December 31, 2022.
Privacy and cross-border data transfer rules are expanding, including GDPR, CCPA, CPRA effective January 1, 2023, and new state laws in Virginia, Colorado, Utah and Connecticut. The invalidation of the EU-US Privacy Shield and local data residency requirements in countries such as China and India may increase compliance costs and limit service adoption.
Risk factors state the technology industry has substantial competition for engineers, sales executives, data scientists and operations personnel, and the company has experienced and currently experiences challenges in talent recruitment and retention. Work-from-home flexibility and evolving workplace expectations may further affect its ability to attract and retain employees.
The company is increasingly building AI into many offerings, and risk factors note that AI and Customer 360 raise emerging ethical issues. If solutions draw controversy due to perceived or actual impact on human rights, privacy or employment, the company may experience brand or reputational harm, competitive harm or legal liability.
As of October 31, 2022, the company had substantial outstanding debt, including senior notes with a carrying value of $10.4 billion and $183 million of senior secured notes, plus significant lease and infrastructure commitments. Debt service, lease commitments and covenants could impair financing flexibility and make results more vulnerable to downturns.
Services depend on third-party data center hosting, cloud platform providers and hardware and software vendors, and interruptions or supply chain constraints could impair delivery. Risk factors cite COVID-19 supply chain disruption and geopolitical developments in Europe as factors that may complicate existing constraints.
