Summary
Paylocity closed the fiscal 2025 second quarter with total revenue of $377.0 million, up 15.5% from the prior-year quarter. Recurring and other revenue rose 17% to $347.7 million on strong selling season performance, product differentiation and a stable macroeconomic backdrop. Interest income on funds held for clients was $29.3 million, up 5%, as higher average client fund balances offset lower interest rates. The company also said the launch of Benefits Decision Support and Headcount Planning pushed its max PEPY to $600, hitting the target it set in August 2023.
Profitability was more mixed. Gross profit was $252.4 million, up 15.3%, while gross margin slipped to 67.0% from 67.1%. Operating income fell to $46.6 million, down 6.2%, and operating margin dropped to 12.4% from 15.2%. Net income was $37.5 million, down 1.7%, and diluted EPS was $0.66 against $0.67 a year earlier. Three expense lines ran hot. Sales and marketing rose 17%, research and development climbed 22% and general and administrative jumped 30%, mostly on employee-related costs. The prior-year quarter also included a $4.3 million gain on lease exit activity, and interest expense increased by $4.7 million on borrowings tied to the Airbase purchase. On a non-GAAP basis, operating income was $101.1 million versus $92.8 million a year ago, and Adjusted EBITDA reached $126.2 million compared with $112.6 million.
Cash generation held up over the first half. Operating cash flow for the six months ended December 31, 2024 was $145.7 million, up 6.2% from $137.2 million. Free cash flow, which the company defines as operating cash flow less capitalized internal-use software costs and purchases of property and equipment, was $110.7 million for the same six months, compared with $101.6 million a year earlier. Capital expenditures for the six months were $5.3 million, down 13.5%. The balance sheet showed $482.4 million of cash and cash equivalents at December 31, 2024 and $325.0 million of long-term debt from the Airbase deal. Remaining performance obligations were $101.0 million, up 42.2%, and deferred revenue was $28.6 million, up 9.1%. About $341.4 million remained authorized under the repurchase program.
Guidance points to continued momentum but slower headline growth. For the fiscal third quarter, Paylocity guided to Adjusted EBITDA of $171.0 million to $175.0 million, with the measure excluding interest income on funds held for clients at $142.0 million to $146.0 million. For the full fiscal year 2025, management lifted its outlook, guiding to Adjusted EBITDA of $542.0 million to $550.0 million and Adjusted EBITDA excluding interest income on funds held for clients of $429.0 million to $437.0 million. The company said it cannot reconcile these forward-looking non-GAAP measures to their comparable GAAP measures without unreasonable effort.
Risks are the usual mix for this business, plus a few quarter-specific ones. The filing flags market and economic uncertainty that could hit revenue through changing client employee counts, elongated sales cycles and client losses. It also lists cybersecurity threats, reliance on the referral network and on third-party payroll partners in foreign jurisdictions for Blue Marble, and integration risk from acquisitions such as Airbase. Interest rates cut both ways, since they shape client fund income and client hiring. Max PEPY now sits at the $600 target, so further growth has to come from new clients, additional modules and pricing. The fiscal third quarter also brings the W-2 and payroll tax seasonality that lifts revenue, interest income and gross profit, which complicates any sequential read.

Risks
MD&A states that uncertainties around market and economic conditions may impact revenue growth, which the company has recently experienced and may continue to experience, through fluctuations in client employee counts, elongated sales cycles, client losses, and a changing interest rate environment.
The October 2024 acquisition of Airbase Inc. was funded with $325.0 million in borrowings under the revolving credit facility, which remained outstanding at December 31, 2024; this adds leverage and interest expense.
