Summary
Guidewire closed the first quarter of fiscal 2024 with revenue of $207.4 million, up 6.2% from the prior-year quarter. The top line continues to shift toward cloud subscriptions, with subscription growth offsetting declines in services and license revenue. ARR was $770 million at October 31, 2023, compared with $763 million at July 31, 2023. The company closed seven cloud deals in the quarter. It hosted roughly 3,000 customer and partner attendees at its Connections conference and introduced Innsbruck, its ninth cloud release. Guidewire says its platform serves more than 540 insurers in 40 countries and has completed more than 1,600 projects. Those operational wins matter because Guidewire is still managing a long transition from term licenses to subscription services. Subscription revenue is recognized ratably, while term license revenue is often recognized upfront, so the mix can swing reported growth from quarter to quarter. The company also notes that its fourth fiscal quarter usually brings the largest order volume, and most fourth-quarter subscription sales do not show up in revenue until the following fiscal year. That seasonality makes the first-quarter revenue growth less indicative of full-year momentum than ARR and cloud deal activity.
Gross profit rose 55.6% to $112.3 million. Gross margin was 54.1%, up 17.2 percentage points. The improvement came from cloud operations efficiencies and better services project performance, while license gross profit declined as customers migrated to subscriptions. GAAP operating loss narrowed to $33.8 million, and operating margin was negative 16.3%, up 21.9 percentage points. GAAP net loss narrowed to $27.1 million. GAAP diluted loss per share was $0.33. Non-GAAP income from operations was $4.1 million, compared with a non-GAAP loss from operations of $35.9 million in the prior-year quarter. Non-GAAP net loss was $0.3 million, compared with $9.9 million. The gap between GAAP and non-GAAP results remains wide, largely because stock-based compensation and amortization of intangibles are excluded from non-GAAP measures. Management said it is at an inflection point with respect to profitability and is raising profitability targets for the year. Investors will watch whether operating leverage continues to build as subscription revenue scales and services costs fall.
Operating cash flow was negative $72.1 million, an improvement from the prior-year quarter. Capital expenditures were $1.0 million, up 65.2%. Free cash flow was negative $76.8 million, compared with negative $91.7 million. Deferred revenue was $175.0 million, up 21.0%. Remaining performance obligations were $1.50 billion, up 36.4%. The company had no share repurchases in the quarter. Guidewire typically uses cash in its first fiscal quarter for annual bonuses and commissions, and that pattern held. The company also continues to invest in cloud infrastructure and product development. Still, cash flow remains seasonal and negative in the first quarter.
For the second quarter of fiscal 2024, Guidewire guides ARR to $793 million to $798 million and non-GAAP operating income to $15 million to $20 million. For fiscal year 2024, the company guides ARR to $846 million to $858 million, non-GAAP operating income to $82 million to $92 million, and operating cash flow to $115 million to $135 million. The full-year operating cash flow guide is $115 million to $135 million, while the first quarter used $72.1 million. Management raised profitability targets for the year. Risks include lengthy sales cycles, reliance on a small number of large customers, the cloud transition, lower services gross margins, competition, data security, artificial intelligence regulation, and global events such as inflation and the wars between Israel and Hamas and between Russia and Ukraine. Three customers in Argentina represent about $7 million of accounts receivable and about $5 million of ARR and are currently unable to pay because of government restrictions on U.S. dollars leaving the country. Those factors keep the outlook dependent on execution, not just demand.

Risks
Recent global events including the wars between Israel and Hamas and between Russia and Ukraine, inflation, bank failures, and supply chain issues have adversely affected ARR growth rates, services revenue, margins, and sales cycles. MD&A states that sales cycles, ARR growth rates, and revenue, especially services revenue, continue to be impacted.
The shift to cloud-based subscription offerings requires significant investment and ratable revenue recognition, which lowers near-term revenue and can pressure gross and operating margins. Subscription and support revenue rose to 62% of total revenue in Q1 FY2024 from 51% a year earlier, and MD&A expects subscriptions to be a majority of new sales.
Revenue and ARR depend on a relatively small number of P&C insurance customers; the ten largest customers accounted for 23% of revenue in each of fiscal 2022 and 2023 and 24% of total ARR at July 31, 2023. Loss, deferral, or non-renewal by any large customer would significantly harm results.
Sales and implementation cycles are lengthy and variable, often lasting six to 24 months or longer, and depend on factors outside the company's control. Delays can trigger monetary credits, reduced fees, revenue reversals, or customer refusal to pay contractually obligated fees.
The P&C software market is intensely competitive, including from insurtechs, horizontal software vendors, and legacy systems, and competitors may use evolving AI technologies such as generative AI to bring products to market faster. MD&A notes most new sales and implementations are for InsuranceSuite Cloud, increasing competitive pressure.
Use of machine learning and generative AI in offerings creates risks of regulatory scrutiny, litigation, IP infringement, and reputational harm if AI-generated content is inaccurate. The filing states that intellectual property ownership and license rights surrounding generative AI are not fully addressed by law.
Future success depends on attracting, training, integrating, and retaining skilled employees, especially in cloud operations, sales, and engineering. Competition is intense in the San Francisco Bay Area and global development centers, and global events have increased attrition and time to hire.
Argentina government restrictions on sending U.S. dollars outside the country have left three customers representing approximately $7 million of accounts receivable and approximately $5 million of ARR as of October 31, 2023 unable to pay outstanding amounts. The company may need to record a reserve and change how it does business in Argentina.
As of October 31, 2023, $400.0 million principal of 1.25% Convertible Senior Notes due 2025 was outstanding. Conversion or a fundamental change repurchase may require significant cash, and stock settlement could dilute existing stockholders.
Subscription and support revenue produces lower gross margins than license revenue, and services gross margin was negative in fiscal 2023 and 2022. As cloud transition continues, subscription revenue increases as a percentage of total revenue, which may adversely affect overall gross and operating margins.
Customers have no obligation to renew term licenses or subscriptions, and renewals may be on less favorable terms; some customers have perpetual buyout rights that would eliminate future term license revenue. A decline in renewals or expansions could harm future results.
Growth depends on system integrator partners to implement and migrate services, but the company cannot control the quality or timeliness of their resources. Failure by partners could reduce customer satisfaction and require the company to invest resources at discounted rates.
