Summary
Dropbox's FY2025 second quarter revenue was $625.7 million, down 1.4% from the prior-year quarter. On a constant currency basis, revenue decreased 1.3%. Total ARR was $2.542 billion, down 1.2% year over year and down 1.1% on a constant currency basis, and it decreased $10.2 million quarter over quarter. Paying users totaled 18.13 million, compared with 18.22 million for the same period last year. The user numbers reflect pressure in Teams plans and the decision to significantly reduce investments in FormSwift.
Profitability improved even as revenue slipped. GAAP gross margin was 80.2%, down 2.9 percentage points. GAAP operating margin was 26.9%, up 6.9 percentage points, and GAAP operating income was $168.4 million, up 32.6%. GAAP net income was $125.6 million, up 13.7%, and GAAP diluted EPS was $0.45, up 32.4%. Non-GAAP operating margin was 41.5%, compared with 35.9%. Non-GAAP net income was $197.7 million, compared with $194.1 million, and non-GAAP diluted EPS was $0.71, compared with $0.60. Non-GAAP gross margin was 82.2%, compared with 84.5%, as the datacenter refresh cycle continued to weigh on margins. The MD&A says the GAAP operating margin increase was partly due to lower employee-related costs from a decrease in headcount.
The first half tells the same story. Revenue was $1,250.4 million, down 1.2%. GAAP gross margin was 80.8%, down 2.4 percentage points. GAAP operating margin was 28.2%, up 6.8 percentage points. GAAP operating income was $352.2 million, up 30.2%. GAAP net income was $275.9 million, up 13.6%, and GAAP diluted EPS was $0.96, up 31.5%.
Cash generation stayed strong. Second quarter operating cash flow was $260.5 million, up 13.0%, and capital expenditures were $2.0 million, down 66.1%. Free cash flow was $258.5 million, compared with $224.7 million. Deferred revenue was $742.6 million, flat. For the first half, operating cash flow was $414.3 million, up 2.0%, and capital expenditures were $2.1 million, down 86.1%. Free cash flow was $412.2 million, compared with $391.0 million, and free cash flow margin was 41.3%, compared with 35.4%.
Management's outlook and risk discussion are mixed. The MD&A attributes the quarterly revenue decline to the FormSwift pullback and weakness in Teams plans from churn and fewer customers upgrading, plus foreign exchange. For the six months, revenue fell on the FormSwift decision and a decrease in paying users in Teams. The company warns that revenue and average revenue per paying user have declined, and that it needs to lift average revenue per paying user through pricing and packaging changes or more sales of higher-priced plans to offset slower paying user growth. Paying users may keep decreasing. Macroeconomic uncertainty, tariffs, foreign exchange, and geopolitical issues remain live risks. The release carries no specific next-quarter or full-year revenue or EPS guidance, and says forward-looking guidance will be provided on the earnings call. The qualitative outlook calls for free cash flow to generally increase in the near term, capital expenditures to increase in the latter half of 2025, gross margin to remain relatively constant, and research and development and sales and marketing expenses to decrease in absolute dollars and as a percentage of revenue.
CEO Drew Houston pointed to early signs of stability in Core FSS and momentum in Dash powered by AI, with stronger customer engagement in the last quarter. The quarter shows Dropbox leaning on cost discipline and cash generation while the core Teams business works through churn and cautious customer spend. The tension between margin expansion and a shrinking revenue base is the core of the story.

Risks
Dropbox depends on retaining and upgrading paying users, and renewals and upgrades have fluctuated. Paying users declined to 18.13 million as of June 30, 2025 from 18.22 million as of December 31, 2024 and June 30, 2024, and Total ARR decreased to $2,542 million for the period ended June 30, 2025 from $2,574 million and $2,573 million in those periods. MD&A attributes the decline largely to reduced FormSwift investment and a challenging Teams operating environment, with Teams hurt by churn and fewer customers upgrading. Loss of large enterprise licenses covering many seats could materially affect paying users.
Dropbox has experienced declining and negative growth in past periods. Revenue decreased 1.4% in the current quarter and 1.2% year to date compared with the prior-year periods. MD&A states that if Dropbox does not increase average revenue per paying user or otherwise offset slower growth or declines in paying users, it expects revenue and revenue growth rate to continue decreasing.
Average revenue per paying user declined for the three and six months ended June 30, 2025 compared with 2024, due to the strategic decision to significantly reduce FormSwift investment, an increased mix of sales toward lower priced plans, and unfavorable foreign exchange rate changes. This pressures revenue if not reversed.
The content collaboration and cloud storage markets are competitive and rapidly changing, with competitors including Microsoft, Amazon, Apple, Google, Adobe, Atlassian, Slack, Box, and DocuSign. Competitors may offer lower-priced, free, or bundled products, pressuring pricing and conversion. MD&A notes Sign and FormSwift performed in line with expectations amid a competitive and cost-conscious environment.
Dropbox has made and will continue to make significant investments in AI products, including Dash for Business and other AI features. Rapid development and significant competitive pressures may prevent Dropbox from competing effectively or realizing a return on these investments, and new AI products require investment before they may generate growth.
Dropbox continues to face risks from the April 2024 unauthorized access to the Dropbox Sign production environment, including reputational harm, customer relationship harm, ongoing consolidated class action litigation in the Northern District of California, and regulatory scrutiny. The company may discover other impacts or new related events.
Uncertain economic conditions including inflation, interest rates, foreign exchange rate fluctuations, tariffs, retaliatory actions, and geopolitical issues may reduce customer spending. MD&A says Teams performance improved but continues to be affected by cautious customer spend amid broader macroeconomic uncertainty, and foreign exchange rate changes negatively impacted revenue in the current quarter and year to date.
Uncertainty in the AI regulatory landscape and new or enhanced governmental or regulatory scrutiny could negatively impact Dropbox. The European Union enacted the Artificial Intelligence Act in March 2024, and several U.S. states have proposed or enacted legislation covering AI deployment and regulation.
Dropbox depends on key personnel, including CEO and co-founder Andrew W. Houston. The 2024 reduction in global workforce by approximately 20% may increase attrition, reduce employee morale, and negatively impact recruiting and retention. Dropbox incurred severance, benefits, and other related expenses in the three and six months ended June 30, 2025, and the loss of institutional knowledge from workforce reductions may impair execution.
The Virtual First work model means Dropbox needs less office space than it is contractually committed to lease, and it recorded a net loss on real estate assets in the three and six months ended June 30, 2025. The extended decline in demand for commercial real estate in San Francisco has impacted its subleasing strategy and resulted in additional impairment charges beyond original expectations, and further impairment or sublease risk remains.
The term loan facility entered in the fourth quarter of 2024 increased interest expense and contains covenants that limit Dropbox's ability to incur additional indebtedness, create liens, pay dividends, repurchase stock, make investments, and engage in other transactions. These restrictions may limit operating flexibility.
Dropbox relies on custom-built co-location infrastructure and third-party datacenters. It faces capacity planning risk, supply chain challenges for datacenter equipment, tariffs and global trade policy effects, and few qualified suppliers for some components. Gross margin decreased 2.9 percentage points in the current quarter and 2.4 percentage points year to date compared with the prior-year periods, partly due to cost of revenue increases and revenue declines.
Dropbox generates more than 90% of revenue from self-serve channels and lacks a significant outbound sales force. Expanding sales to large organizations could lengthen sales cycles and create deployment challenges, and macro factors or tighter technology spending can impede outbound sales. This may limit growth with larger organizations.
