Summary

Dropbox reported first quarter fiscal 2022 revenue of $562.4 million, up 9.9% from the prior-year quarter. Constant currency revenue growth was 9.7%. Gross profit was $449.5 million, up 11.7%. Gross margin was 79.9%, up 1.3 percentage points. Operating income was $89.5 million, up 110.6%. Operating margin was 15.9%, up 7.6 percentage points. Net income was $79.7 million, up 67.4%. Diluted earnings per share was $0.21, up 75.0%. The company also reported non-GAAP operating income of $170.3 million, up 14.6%. Non-GAAP operating margin was 30.3%, compared with 29.1%. Non-GAAP gross margin was 81.3%, compared with 80.2%. Non-GAAP net income was $141.5 million, compared with $141.8 million. Non-GAAP diluted earnings per share was $0.38, compared with $0.35.

Operating cash flow was $141.4 million, up 22.2%. Capital expenditures were $10.7 million, up 55.1%. Free cash flow was $130.7 million, compared with $108.8 million. Free cash flow margin was 23.2%, compared with 21.3%. Deferred revenue, current portion, was $691.7 million, up 7.9%. The MD&A attributed the deferred revenue increase to increased subscription sales, as a majority of paying users are invoiced in advance.

Revenue growth was driven primarily by an increase in paying users and an increased mix of sales toward higher-priced subscription plans, according to the MD&A. Total ARR ended at $2.290 billion, up 8.4% from the same period last year. On a constant currency basis, Total ARR grew $40 million quarter over quarter, and year-over-year growth would have been 8.9%. Paying users ended at 17.09 million, compared with 15.83 million. The quarter included new functionality across Backup, Shop, and document workflows with HelloSign, DocSend, and PDF editing. More than 90% of revenue came from self-serve channels, and no customer accounted for more than 1% of revenue. Management cited improved user retention and resilience in a challenging macro environment.

The forward-looking statement list includes the ability to realize benefits from the Virtual First work model, COVID-19 pandemic impacts, retention and upgrading of paying users, conversion of registered users to paying users, future financial performance, a history of net losses, data security breaches, service disruptions, demand declines, interoperability issues, competition, rapid technological changes, growth management, acquisition integration, key personnel retention, capital allocation plans, and the dual class stock structure. The MD&A said the war in Ukraine and related sanctions did not have a material impact on financial condition or results of operations during the quarter, though foreign currency and interest rate changes can affect results. The company also noted that it retained a portion of its office space while the remainder will be subleased, and that additional charges are possible depending on global real estate recovery. No specific guidance figures for the next quarter or the full fiscal year appeared in the release. Management said it would provide forward-looking guidance on its quarterly conference call and webcast.

Risks

HIGHMacroeconomic

Risk Factors warn that inflation, geopolitical issues such as the Russia-Ukraine conflict, COVID-19, and a potential recession could cause current and prospective paying users to delay, decrease, or cancel purchases and delay or default on payment obligations. MD&A states Dropbox did not experience material impacts from the war in Ukraine or related sanctions in the quarter ended March 31, 2022, but the risk remains.

HIGHCybersecurity Incident

Risk Factors highlight a prior credential release for approximately 68 million accounts, plus emerging threats such as SolarWinds and the Log4j vulnerability reported in December 2021, with elevated risks tied to the Russia-Ukraine conflict. A breach could lead to regulatory investigations, litigation, fines, user loss, and reputational harm.

HIGHCompetition

Dropbox competes with Microsoft, Amazon, Apple, Google, Adobe, Atlassian, Slack, Box, and DocuSign, and faces lower-priced or bundled products that may slow user growth and force price cuts. MD&A reports revenue increased 9.9% in FY2022 Q1 versus FY2021 Q1, but the risk factors cite competitive pricing and bundling as ongoing pressures.

HIGHRevenue Growth

Risk Factors state that revenue growth rates have declined in recent periods and may continue to slow due to higher market penetration, increased competition, and slowing demand. MD&A reports revenue increased 9.9% in the quarter ended March 31, 2022 versus the prior-year quarter.

HIGHPaying User Conversion

As of March 31, 2022, Dropbox served over 700 million registered users but only 17.09 million paying users, and a majority of registered users may never convert to paid subscriptions. The risk is amplified by an increase in customers opting for monthly plans rather than annual plans, which may cause subscription renewals to fluctuate or decline.

HIGHTalent Retention

Dropbox depends on key personnel, including co-founder and CEO Andrew W. Houston, and faces intense competition for highly qualified employees that has recently intensified. The Virtual First transition could make it harder to integrate, retain, and motivate a distributed workforce and may harm company culture.

MEDIUMVirtual First

Dropbox has limited operating history with its Virtual First workforce and says the long-term impact on financial results and operations is uncertain. It has recorded impairment charges for office space no longer expected to be needed and may incur additional charges if it cannot sublease unused space on favorable terms.

MEDIUMSales Cycle

Dropbox may expand sales to large organizations, which can lengthen sales cycles and create deployment challenges, while its outbound sales force was reduced as part of a January 2021 workforce reduction. COVID-19 limits on travel and in-person meetings may further impede outbound sales.

MEDIUMDebt

Dropbox issued convertible senior notes in February 2021, including the 2026 Notes and 2028 Notes, and has a revolving credit facility with restrictive covenants. Servicing the notes may require significant cash, and failure to generate sufficient cash flow could force asset sales, restructuring, or dilutive equity issuance.

MEDIUMInternational

Dropbox has paying users across 180 countries and significant international operations, exposing it to foreign exchange controls, sanctions, trade barriers, and political instability such as the Russia-Ukraine conflict. The company states it did not experience material impacts from the war in Ukraine or related sanctions in the quarter ended March 31, 2022.

MEDIUMInfrastructure

Dropbox relies on custom-built co-location infrastructure and third-party datacenters, and its capacity planning depends on a global supply chain for datacenter equipment that has experienced challenges due to COVID-19 and competition for limited components. Overestimating demand could reduce operating margins, while underestimating could cause service failures.

MEDIUMMulti-Class Control

As of March 31, 2022, directors, executive officers, and holders of more than 5% of common stock held 79.0% of voting power, with Mr. Houston holding approximately 73.3%. This concentrated control limits other stockholders' ability to influence corporate matters and may depress the trading price of Class A common stock.

MEDIUMRegulatory

International expansion subjects Dropbox to privacy, data protection, anti-corruption, import/export, sanctions, and tax laws across many jurisdictions, and compliance failures could lead to investigations, fines, penalties, and restrictions on business. The company also cites OECD tax guidance and changes in U.S. and international tax laws as potential tax liability risks.

MEDIUMProfitability

Risk Factors state Dropbox may not achieve or maintain profitability even though net income was $79.7 million in FY2022 Q1, up 67.4% from FY2021 Q1. Increased infrastructure, research and development, and Virtual First related expenses could outpace revenue growth.
