Summary
Blackbaud closed fiscal 2022 with fourth-quarter revenue of $274.8 million, up 10.8%, and full-year revenue of $1.06 billion, up 14.1%. The company crossed the $1 billion mark for the first time. GAAP recurring revenue grew 11.1% in the quarter and 14.9% for the year, but much of that lift came from acquisitions rather than the core book. Non-GAAP organic recurring revenue rose just 1.3% in the quarter and 4.0% for the full year, with constant-currency organic recurring revenue growth of 2.5% in the quarter and 5.2% for the year. EVERFI, bought on December 31, 2021, did the heavy lifting on reported growth, and management acknowledges that the EVERFI sales ramp lagged, with account executive vacancies now filled and ramping.
Profitability moved the other way. The fourth-quarter loss from operations was $15.5 million, wider than a year earlier, and GAAP operating margin was negative 5.7%, a decrease of 300 basis points. The quarter included $26.5 million of Security Incident-related costs, net of insurance recoveries. For the full year, the operating loss was $28.5 million against operating income of $24.9 million in 2021, and full-year operating margin was negative 2.7%, down 540 basis points. The quarterly net loss was $21.3 million and the full-year net loss was $45.4 million. Full-year diluted loss per share was $0.88, down $1.00.
Cash flow thinned out. Net cash provided by operating activities was $14.1 million in the quarter, down $29.8 million from the prior-year quarter, and $203.9 million for the full year, down $9.8 million. Purchases of property and equipment were $1.8 million in the quarter, down 46.7%, and $12.3 million for the year, up 5.4%. On a non-GAAP basis, adjusted free cash flow was $7.6 million in the fourth quarter, down $24.3 million, at a 2.8% margin, down 1,010 basis points. The full year produced $153.7 million of adjusted free cash flow, down $14.6 million, at a 14.5% margin, down 360 basis points. Non-GAAP income from operations was $54.9 million in the quarter and $202.6 million for the year. Non-GAAP adjusted EBITDA was $67.9 million in the quarter, up $7.2 million, and $262.6 million for the year, up $16.5 million. Deferred revenue closed the year at $385.2 million, up 1.7%.
Management set full-year 2023 guidance at non-GAAP revenue of $1.08 billion to $1.11 billion, an adjusted EBITDA margin of 29.5% to 30.5%, non-GAAP earnings per share of $3.30 to $3.60 and adjusted free cash flow of $170 million to $190 million. At the midpoint, that implies organic revenue growth at constant currency of 4%, an adjusted EBITDA margin of 30% and Rule of 40 at constant currency of roughly 34%, described as up five points versus last year. The assumptions include a non-GAAP effective tax rate near 20%, interest expense of about $40 million to $44 million, fully diluted shares of roughly 53 million to 54 million and capital expenditures of about $65 million to $75 million, including $55 million to $65 million of capitalized software and content development costs. Management expects results to improve with each successive quarter, with meaningful improvement starting in the second quarter. The full-year 2022 Rule of 40 at constant currency was 29%, a two-point improvement over 2021.
Cost control and the Security Incident shape the risk picture. Blackbaud took a $4.5 million pre-tax severance charge in the fourth quarter and expects total headcount to fall by roughly 14% from the third quarter of 2022, with those actions expected to significantly reduce pre-tax costs in 2023. Security Incident costs, net of insurance, ran $32.7 million in net pre-tax expense and $20.9 million in net cash outlays during 2022, and 2023 assumes $20 million to $30 million of net pre-tax expense and $25 million to $35 million of net cash outlays. Roughly $23.0 million of aggregate liabilities for loss contingencies are recorded, and other matters could produce losses materially above that amount. Leverage looks manageable for now, with a net leverage ratio of 3.22 to 1.00 against a covenant ceiling of 4.00 to 1.00 and $319.8 million of available borrowing capacity under the 2020 Credit Facility. Retention slipped: about 91% of customers with recurring revenue contracts were retained in 2022 against 93% in 2021, with gross dollar retention of approximately 91%. Management also expects one-time services and other revenue to fall significantly in 2023 as the mix shifts further to recurring models.

Risks
The 2020 Security Incident continues to drive litigation, government investigations, fines and penalties, and the company has exceeded its insurance coverage. Management expects the incident to continue negatively impacting GAAP profitability and cash flow for the foreseeable future, with ongoing legal fees in 2023.
Following the EVERFI acquisition, 2022 bookings were lower than expected and the company experienced unexpected EVERFI employee attrition. Integration risks include loss of key employees, delays in realizing anticipated returns, and increased leverage and interest obligations.
The company significantly increased leverage in connection with the EVERFI acquisition, and its net leverage ratio was 3.22 to 1.00 at December 31, 2022. Additional debt for Security Incident costs or acquisitions could intensify risks, and credit facility covenants restrict dividends, share repurchases, and acquisitions.
Privacy and data protection laws including GDPR, U.K. GDPR, HIPAA, CCPA, and PCI DSS impose compliance costs and potential penalties. The Security Incident has led to multiple government investigations, including by 49 state Attorneys General and the District of Columbia and the California Attorney General, which could require business changes and significant regulatory penalties.
The company depends on highly qualified personnel and uses equity awards as retention tools, which may be less effective if the stock price declines. Management also describes a targeted workforce reduction in Q4 2022 and further reduction in Q1 2023, with total headcount expected to be reduced by approximately 14% since Q3 2022.
Deteriorating general economic conditions or a recession could reduce charitable giving and payment processing transaction volumes, harming nonprofit customers' ability and willingness to pay. Management cites the current uncertain macroeconomic environment as a reason for workforce and cost actions.
Recurring revenue customer retention was approximately 91% in 2022 compared with 93% in 2021, and the company expects continued decreases in maintenance renewals as customers migrate to cloud solutions. Failure to renew subscriptions or maintenance on favorable terms could harm business and operating results.
The strategic shift from license-based and one-time services to cloud subscriptions reduces one-time services revenue, and management expects one-time services and other revenue to significantly decrease in 2023 versus 2022. More rapid than expected success in this shift could negatively impact total revenue growth.
Interest expense increased in 2022 due to borrowings used to finance the EVERFI acquisition, and the variable-rate portion of debt could increase expense in a rising interest rate environment. Management expects interest expense to remain elevated in 2023.
The balance sheet includes significant goodwill and intangible assets, and impairment of a significant portion could negatively affect operating results. Changes in stock price, market capitalization, cash flows, or slower industry growth could indicate recoverability issues.
Payment processing constitutes a significant percentage of total revenue, and increases in processing fees, fraud, system changes, or disruptions could adversely impact customer retention and results. The company continues costly system upgrades intended to improve payments availability and reliability.
In October 2022 the company declared a preferred share purchase right for each common share, exercisable if a person or group acquires 20% or more of outstanding common stock. The Rights Agreement and charter provisions may delay or prevent a change in control and affect the market price.
