Summary

Adobe's fiscal 2012 fourth quarter revenue was $1.15 billion, flat compared with the prior-year quarter. Full-year revenue was $4.40 billion, up 4.4% from fiscal 2011. Gross profit in the quarter was $1.03 billion, down 0.7%, and gross margin was 89.2%, down 0.7 percentage points. Full-year gross profit was $3.92 billion, up 3.7%, with gross margin of 89.0%, down 0.6 percentage points. Operating income in the quarter was $307.76 million, up 25.0%, and operating margin was 26.7%, up 5.3 percentage points. Full-year operating income was $1.18 billion, up 7.4%, and operating margin was 26.8%, up 0.7 percentage points. Net income in the quarter was $222.33 million, up 28.0%, and diluted EPS was $0.44, up 25.7%. Full-year net income was $832.78 million, flat, and diluted EPS was $1.66, up 0.6%.

Operating cash flow in the quarter was $473.66 million, down 4.6%. Full-year operating cash flow was $1.50 billion, down 2.8%. Capital expenditures in the quarter were $81.79 million, up 9.2%. Full-year capital expenditures were $271.08 million, up 28.9%. Deferred revenue at quarter end was $561.46 million, up 17.9% from the prior-year quarter. Adobe said the increase in deferred revenue was driven by activity for upgrade plans with support and site and term licenses largely associated with its Digital Media and Digital Marketing enterprise license agreements. The company ended the year with a $2.0 billion stock repurchase program approved in April 2012. Subsequent to November 30, 2012, it entered into a structured stock repurchase agreement with a $100.0 million prepayment, leaving $1.8 billion under the current authority.

Adobe launched CS6 and Creative Cloud in May 2012. CS6 included major updates to all core Creative Suite point products and four suite versions. The company introduced two performance metrics for its Digital Media segment: total paid active subscribers and Annualized Recurring Revenue. Digital Marketing revenue grew, led by Adobe Marketing Cloud, which increased 35% year-over-year. The company also cited its Adobe Connect hosted offering. These gains were partly offset by a decrease in Adobe LiveCycle revenue as Adobe shifted focus to Adobe Marketing Cloud. Subscription revenue continued to grow as a share of total revenue, and the company said it still derives the majority of revenue from perpetual licenses. Digital Media revenue remained relatively stable, and Print and Publishing revenue also remained relatively stable.

For fiscal 2013, Adobe expects accelerated adoption of Creative Cloud. It expects traditional perpetual license revenue and total net revenues in fiscal 2013 to decline. During the transition, the company does not anticipate a corresponding decrease in expenses, which it believes will adversely affect net income and operating margin in fiscal 2013. Over time, Adobe expects the business model transition to increase its long-term revenue growth rate by attracting new users, keeping its end user base current, and driving higher average revenue per user. The company plans to continue offering the perpetual licensing model as it transitions customers to subscription. It also expects renewal rates for Creative Cloud and potentially other subscription offerings to become key metrics, but meaningful data will first become available later in fiscal 2013. In January 2013, the U.S. Congress passed an extension of the federal research and development tax credit through December 31, 2013. Adobe expects its income tax provision for the first quarter of fiscal 2013 to include a discrete tax benefit that will reduce its effective tax rate for the quarter and, to a lesser extent, the effective annual tax rate. Risks include economic conditions in Europe, where the weakening Euro and British Pound against the U.S. Dollar caused EMEA revenue to decline slightly in fiscal 2012. The company also faces risks related to revenue recognition estimates, product returns, price protection, channel inventory, and tax audits, including an IRS examination for fiscal 2008 and 2009 that is expected to focus on intercompany transfer pricing. Goodwill impairment testing in the second quarter of fiscal 2012 showed no impairment.

Risks

HIGHBusiness Model Transition

Adobe launched subscription-based Creative Cloud in fiscal 2012, and subscription revenue rose to 15% of total revenue in fiscal 2012 from 11% in fiscal 2011. MD&A states that accelerated Creative Cloud adoption is expected to cause traditional perpetual license revenue and total net revenues in fiscal 2013 to decline, with no corresponding decrease in expenses, which is expected to adversely affect net income and operating margin in fiscal 2013.

HIGHRevenue Recognition

The shift to subscriptions defers revenue and cash received from customers, and a decline in new or renewed subscriptions may not be immediately reflected in reported results but may reduce future revenue. Current portion deferred revenue rose 17.9% to $561.46 million at November 30, 2012 compared with the prior-year quarter, while fiscal 2012 operating cash flow declined 2.8% to $1.50 billion.

HIGHRenewal Rates

Creative Cloud launched in May 2012, and Adobe says meaningful data on subscription renewal rates will first become available later in fiscal 2013. Customers have no obligation to renew after the initial term, and renewal rates may decline or fluctuate based on satisfaction, pricing, competitor offerings, or economic conditions.

MEDIUMCompetition

Adobe faces intense competition, evolving standards, lower-cost or free limited-functionality alternatives, and digital application marketplaces that often have exclusive distribution for certain platforms. These pressures may cause downward pressure on pricing and gross margins; current quarter gross margin declined 0.7 percentage points to 89.2% compared with the prior-year quarter.

MEDIUMConcentration Risk

A significant amount of application product revenue comes from one distributor, Ingram Micro, which represented 11% of net revenue for fiscal 2012. A prolonged delay in securing a replacement distributor after termination could have a negative short-term impact on results, and distributors may be adversely impacted by the Creative Cloud business model shift.

MEDIUMMacroeconomic

Uncertain economic and political conditions, especially in Europe, may delay or reduce technology purchases and lengthen sales cycles. EMEA revenue declined slightly in fiscal 2012 as the U.S. Dollar strengthened against the Euro and British Pound, and foreign currency reduced total revenue by $42.3 million in fiscal 2012, partially offset by hedging gains.

MEDIUMTax

Adobe's effective tax rate increased by approximately six percentage points in fiscal 2012 compared with fiscal 2011. The company is under IRS examination for fiscal 2008 and 2009 tax returns focused on intercompany transfer pricing, and changes in tax rules or adverse audit outcomes could increase its effective tax rate.

MEDIUMRegulatory

New business models are more highly regulated, especially for privacy and data security, and Adobe collects and stores website visitor data on behalf of customers. Expanding privacy laws and customer noncompliance with privacy representations could increase compliance costs and expose Adobe to liability, public criticism, or regulatory action.

MEDIUMCybersecurity Incident

Security vulnerabilities in Adobe products and systems could lead to reduced revenues or liability claims, and hackers tend to focus on popular operating systems and programs. Actual or perceived vulnerabilities may cause customers to delay purchases, stop using services, or seek competing products, and remediation costs could reduce operating margins.

MEDIUMTalent Retention

Adobe depends on senior management and highly skilled personnel, and competition for information technology talent is intense in many locations where its employees work. Failure to attract, retain, and motivate key personnel, or to maintain its corporate culture during growth and acquisitions, could harm its business.
