Summary

Adobe's fiscal 2012 third quarter delivered steady top-line growth with softer profitability. Revenue was $1.08 billion, up 6.6% from the prior-year quarter. Gross profit was $960.96 million, up 5.8%. Operating income was $278.30 million, up 1.5%. Net income was $201.36 million, up 3.2%, and diluted EPS was $0.40, up $0.01. Margins moved the other way. Gross margin was 88.9%, down 0.7 percentage points, and operating margin was 25.8%, down 1.3 percentage points.

The nine-month picture is similar on revenue and weaker on the bottom line. Revenue was $3.25 billion, up 6.1%. Gross profit was $2.89 billion, up 5.4%, and operating income was $872.43 million, up 2.3%. Net income was $610.44 million, down 7.4%, and diluted EPS was $1.22, down $0.08. Year-to-date gross margin was 89.0%, down 0.5 percentage points, and operating margin was 26.8%, down 1.0 percentage points. The gap between operating income growth and the net income decline points to items below the operating line, including a higher effective tax rate. Management tied that increase to the expiration of the U.S. research and development credit and to one-time items in the prior fiscal year.

Operations center on the Creative Cloud and Creative Suite transition. Management launched Creative Cloud and the latest Creative Suite release earlier in fiscal 2012 and now expects accelerated adoption of the subscription model. That shift should make revenue more recurring and predictable because subscription revenue is recognized ratably, but it also means traditional perpetual license revenue will decline. Digital Media revenue increased year over year in both the quarter and the nine months, with growth in Document Services and Acrobat partly offset by lower suite revenue as customers moved to Creative Cloud. Digital Marketing revenue grew faster, helped by the Digital Marketing Suite, the Adobe CQ Web Experience Management offering and the Efficient Frontier acquisition, while LiveCycle revenue declined. Print and Publishing revenue was relatively stable. Subscription revenue rose as a share of total revenue, and management expects that share to keep climbing. For creative offerings, units licensed increased while average selling prices excluding subscriptions decreased.

Cash generation softened. Operating cash flow was $263.34 million in the quarter, down 19.0%, and $1.03 billion for the nine months, down 2.0%. Capital expenditures were $77.43 million in the quarter, up 18.3%, and $189.29 million year to date, up 39.8%. Deferred revenue, current portion, was $505.65 million, up 15.0% from the prior-year quarter. The nine-month cash flow statement shows working capital uses from decreases in accrued restructuring, trade payables and accrued expenses, partly offset by lower trade receivables and higher deferred revenue. Management said existing cash, short-term investments and cash generated from operations should be sufficient to meet working capital and operating resource expenditure requirements.

Risks cluster around the subscription transition and Europe. Management flagged economic conditions in Europe and the weakening of the Euro and British Pound against the U.S. Dollar, which held EMEA revenue roughly flat despite the new product launch. Revenue in the Americas and Asia-Pacific increased. The company also carries restructuring accruals tied to facility exits that stretch well into the future, and it recorded restructuring charges in the quarter. The filing offers no quantified guidance for the next quarter or the full fiscal year, so the outlook rests on management's directional expectations for Creative Cloud adoption and Digital Marketing Suite growth. Execution on that transition, and the pace at which perpetual license revenue gives way to subscriptions, will shape results over the coming periods.

Risks

HIGHCloud Transition

Adobe launched Creative Cloud in May 2012 and expects an increasing portion of revenue from subscriptions, which defers revenue and cash and may cause revenue to decline over the short term and possibly the long term. Subscription revenue rose 51% in FY2012 Q3 and 45% year to date, while Creative Cloud contributed approximately $12.0 million since launch.

HIGHRevenue Recognition

The subscription model makes revenue less predictable because revenue is recognized ratably and a portion of reported subscription revenue comes from deferred revenue from prior quarters. Deferred revenue current portion was up 15.0% versus the prior-year quarter, and operating cash flow fell 19.0% in FY2012 Q3.

HIGHMacroeconomic

Uncertain economic and political conditions, especially in Europe, may delay or reduce technology purchases and lengthen sales cycles. EMEA revenue was down 1% in FY2012 Q3, and foreign currency movements decreased total revenue by $21.8 million in the quarter and $28.6 million year to date.

MEDIUMConcentration Risk

A significant amount of application product revenue comes from one distributor, Ingram Micro, which represented 11% of net revenue for the third quarter of fiscal 2012. A prolonged delay in replacing this distributor could negatively affect short-term results.

MEDIUMCompetition

The markets for Adobe products and services face intense competition, evolving standards, new business and distribution models, and lower-cost alternatives that can pressure pricing and gross margins. Digital application marketplaces with exclusive distribution for certain platforms may make it harder to compete.

MEDIUMRegulatory

Adobe is transitioning to cloud and data-driven business models that are more highly regulated for privacy and data security, and it is expanding in countries with stricter data protection laws. Increased compliance costs and potential liability could disrupt the business.

MEDIUMCybersecurity Incident

Security vulnerabilities in Adobe products, systems, and hosted services could lead to reduced revenues, liability claims, and reputational harm. The company holds large amounts of customer data, some hosted in third-party facilities, increasing exposure to breaches.

MEDIUMTalent Retention

Adobe depends on senior management and highly skilled personnel, and competition for information technology talent is intense in many locations where it operates. Failure to attract and retain key personnel could harm the business.

MEDIUMTax

Adobe's effective tax rate increased by approximately eight percentage points for the nine months ended August 31, 2012, primarily due to expiration of the U.S. research and development credit and one-time fiscal 2011 items. Changes in tax rules or examinations could adversely affect future results.

LOWDebt

Adobe has $1.5 billion of senior unsecured notes outstanding and a $1.0 billion undrawn revolving credit facility with covenants. The debt requires cash for interest and may limit flexibility, and credit rating changes could affect financing terms.
