Summary

Zoom closed fiscal 2022 with fourth quarter revenue of $1,071.4 million, up 21.4% from the prior-year quarter, and full year revenue of $4,099.9 million, up 54.6%. Gross profit for the quarter was $814.0 million, up 32.3%, and gross margin reached 76.0%, up 6.3 percentage points. Management credited increased efficiencies as data center capacity expanded and lower rates from third-party cloud hosting providers. Full year gross profit was $3,045.3 million, up 66.5%, and full year gross margin was 74.3%, up 5.3 percentage points.

The pressure sat below the gross line. GAAP income from operations was $251.8 million in the quarter, down 1.7%, and operating margin slipped to 23.5%, down 5.5 percentage points, even as revenue grew. Operating expenses are the reason. Research and development, sales and marketing, and general and administrative costs all climbed sharply for the year, with headcount, stock-based compensation and legal costs driving the increase. GAAP net income still rose 88.3% to $490.6 million, helped by items outside operations, including the release of the U.S. federal and state deferred tax valuation allowance.

Full year GAAP results carry the same mix. Income from operations was $1,063.6 million, up 61.2%, with an operating margin of 25.9%, up 1.1 percentage points. Net income was $1,375.6 million, up 104.6%, and diluted earnings per share were $4.50, up $2.25. On a non-GAAP basis, fourth quarter income from operations was $420.3 million, up from $360.9 million a year earlier, and the non-GAAP operating margin was 39.2%. Full year non-GAAP income from operations was $1,657.1 million and non-GAAP diluted earnings per share were $5.07. The gap between the two sets of numbers is mostly stock-based compensation expense and related payroll taxes.

Cash told a different story in the quarter. Operating cash flow was $209.4 million, down 47.6%, and capital expenditures were $20.8 million, down 3.2%. Free cash flow was $188.6 million, compared with $377.9 million a year earlier, while adjusted free cash flow, which adds back litigation settlement payments, net, was $273.6 million. For the full year, operating cash flow was $1,605.3 million, up 9.1%, and capital expenditures rose 65.8% to $132.6 million.

Backlog and billed business kept growing. Deferred revenue, current, was $1,141.4 million at January 31, 2022, up 33.0%, and remaining performance obligations were $2,647.6 million, up 51.2%. Zoom counted 2,725 customers contributing more than $100,000 in trailing 12 month revenue, up approximately 66%, and about 509,800 customers with more than 10 employees, up approximately 9%. The trailing 12 month net dollar expansion rate for those customers was approximately 129%. Enterprise customers totaled approximately 191,000, up 35%, with an Enterprise net dollar expansion rate of 130%. Starting in the first quarter of fiscal 2023, the company will drop the more-than-10-employee count and its expansion rate from its headline metrics and report Enterprise figures instead, though the older metrics will remain in an investor deck appendix through the end of fiscal 2023.

Guidance for the first quarter of fiscal 2023 calls for non-GAAP income from operations of $345.0 million to $350.0 million and non-GAAP diluted earnings per share of $0.86 to $0.88, on roughly 309 million non-GAAP weighted average shares. For the full fiscal year 2023, the company guides non-GAAP income from operations of $1.430 billion to $1.450 billion and non-GAAP diluted earnings per share of $3.45 to $3.51, on roughly 312 million shares. Revenue ranges were also issued for both periods. The board authorized repurchases of up to $1.0 billion of Class A common stock through February 2024.

The risks the company flags are the ones that follow a pandemic surge. As vaccines become widely available and users return to work or school, growth in paid hosts may slow. It also cites competition, delays or outages at co-located data centers, internet infrastructure failures and market volatility.

Risks

HIGHRevenue Growth Deceleration

MD&A states the revenue growth rate has begun to decline and is expected to generally decline in future periods due to higher market penetration, competition, and COVID-19 tapering as users return to work or school. FY2022 Q4 revenue rose 21.4% year over year, while FY2022 YTD revenue rose 54.6%.

HIGHFree-to-Paid Conversion

The business depends on upgrading free hosts to paid plans and upselling existing customers, but a majority of free hosts added during the pandemic may never upgrade. MD&A notes a significant portion of increased usage is from free Basic accounts that generate no revenue yet require additional capacity costs.

HIGHCompetition

Competition intensifies with Microsoft Teams, Google Meet, Cisco Webex, and consumer platforms, many of which bundle video with productivity suites or offer lower-priced or free alternatives, creating pricing pressure. The launch of Zoom Contact Center increases competition with Five9, Genesys, and NICE inContact.

HIGHCybersecurity Incident

Security vulnerabilities have occurred, including reported issues in 2019 and 2020, and putative class actions and derivative lawsuits were filed in 2020 and 2021 alleging false statements about data privacy and security. Future incidents could trigger regulatory actions, litigation, customer loss, and reputational harm.

MEDIUMSales Cycle

Increased investment in large organization sales may lengthen sales cycles due to significant evaluation and negotiation, additional security and management requirements, and deployment challenges. These dynamics can raise upfront sales costs and increase unpredictability in results.

MEDIUMMacroeconomic

Risk factors cite inflation, a potential economic downturn, and reduced discretionary spending as factors that could reduce demand, cause customer loss, lengthen payment cycles, and make receivables collection more difficult. MD&A also warns that tapering pandemic conditions and a potential downturn may slow user growth.

MEDIUMData Center Outages

Co-located data center outages and capacity constraints have caused partial service interruptions and could force greater reliance on public cloud providers with higher variable costs. MD&A states that expanding network, data storage, and processing capacity has increased operating costs and could continue to adversely affect gross margin.

MEDIUMTalent Retention

Hiring and retaining qualified personnel is difficult amid the ongoing great resignation, and stock price volatility may make equity compensation less attractive. Headcount grew from 4,422 full-time employees as of January 31, 2021 to 6,787 as of January 31, 2022, straining culture and management.

MEDIUMRegulatory

Global operations face privacy, data protection, telecommunications, and anti-corruption regulations, and changes to network neutrality rules or app store policies from Apple and Google could increase costs or restrict data practices. The company's product development footprint in China exposes it to government and media scrutiny.

LOWStrategic Investments

Strategic investments in publicly traded and privately held companies are marked to fair value through the statement of operations, creating earnings volatility. Gains on strategic investments were $43.8 million for FY2022 YTD, and privately held valuations require judgment and carry partial or total loss risk.
