Summary

Veeva Systems opened fiscal 2024 with slower top-line growth and much thinner GAAP margins than a year ago. Total revenue for the quarter ended April 30, 2023 was $526.3 million, up 4.2% from $505.1 million in the prior-year quarter. Gross profit slipped to $359.7 million from $365.6 million, down 1.6%, and gross margin fell to 68.3% from 72.4%. Operating income took the bigger hit at $61.5 million, down 51.8% from $127.7 million a year earlier. Operating margin was 11.7%, well under the prior-year quarter's 25.3%. Management tied most of that compression to the customer contracting change that took effect February 1, 2023, when Veeva began standardizing termination for convenience rights in the master subscription agreements that govern multi-year orders. The company said the change reduced revenue, operating income, non-GAAP operating income, net income and non-GAAP net income in the quarter.

Non-GAAP results show the same pressure, just less severe. Non-GAAP operating income was $157.0 million, down 21% from $199.6 million, and non-GAAP operating margin was 29.8% against 39.5%. Non-GAAP net income came in at $147.9 million versus $159.8 million. Non-GAAP diluted net income per share was $0.91 compared with $0.99. Costs ran ahead of revenue. Headcount additions pushed compensation and stock-based compensation higher across every expense category, and Veeva expects operating expenses and stock-based compensation to keep rising in the fiscal year ending January 31, 2024.

Net income and earnings per share moved the other direction, and the reason sits below the operating line. Net income rose 31.4% to $131.5 million from $100.1 million, and diluted EPS was $0.81, up from $0.62. A swing to an income tax benefit and a large increase in other income, driven mostly by interest income, more than offset the operating decline. Excess tax benefits from equity compensation were unusually high, mostly because of the CEO's exercise of stock options under a previously announced trading plan.

Cash generation held up. Operating cash flow for the quarter was $505.9 million, up 5.2% from $481.0 million, helped by the seasonal pattern that makes the first fiscal quarter the strongest for collections. Deferred revenue, current portion, stood at $869.9 million, up 20.2% from $723.7 million a year earlier. Management cautioned that operating cash flow for the fiscal year ending January 31, 2024 will be reduced by approximately $90 million from tax payments tied to the required capitalization of research and development expenditures.

On the commercial side, the quarter delivered 11 Veeva CRM wins and five Veeva Compass wins. Vault Quality logged 26 wins, more than 400 customers have now selected applications across more than one of the five Development Cloud product suites, and more than 275 customers use both Vault QualityDocs and Vault QMS, including 10 of the top 20 pharmas.

Guidance points to a much stronger second quarter and a more restrained full year. For the fiscal second quarter ending July 31, 2023, Veeva guided non-GAAP operating income of $199 million to $201 million and non-GAAP fully diluted net income per share of $1.12 to $1.13. For the full fiscal year ending January 31, 2024, the company guided non-GAAP operating income of about $810 million and non-GAAP fully diluted net income per share of approximately $4.59. It reiterated a fiscal 2025 target of at least $1,000 million in non-GAAP operating income. Veeva does not provide GAAP targets for those metrics, citing the difficulty of estimating items such as stock-based compensation.

The risks are a mix of self-inflicted and industry-driven. The termination for convenience change will keep weighing on revenue timing through the fiscal year ending January 31, 2024, and Veeva said the growth rate of total revenues and subscription services revenues for that year will decline compared with the prior fiscal year. The company also expects additional reductions in life sciences sales representatives through the end of the fiscal year, which could pressure Veeva CRM and other Commercial Solutions. Compensation costs continue to climb. The press release flags product security and performance, competitive factors, customer decisions and priorities, macroeconomic and geopolitical conditions such as inflation, interest rates, currency moves and the Russia-Ukraine war, plus hiring and retention, as principal risks.

Risks

HIGHContract Terms

Effective February 1, 2023, master subscription agreements governing multi-year orders generally include a customer termination for convenience right, which changes revenue recognition timing and is expected to reduce revenue and total revenue growth in FY2024. Q1 FY2024 total revenue grew 4.2% to $526.32M versus the prior-year quarter, while operating margin fell to 11.7% from 25.3%, down 13.6 pp.

HIGHCRM Migration

Veeva plans to migrate multichannel CRM applications from the Salesforce platform to its Veeva Vault platform and does not intend to renew its Salesforce agreement. All existing CRM customers must migrate by September 1, 2030, with availability targeted for 2024 early adopters and 2025 all customers; migration disruptions or customer losses could materially affect operating results.

HIGHCompetition

The market is highly competitive, with competitors including IQVIA, Oracle, Dassault Systemes, and Salesforce, and competitors may bring more capable products to market earlier, including through new or better use of evolving AI technologies. On May 1, 2023, Salesforce terminated certain competition restrictions, so it is no longer prohibited from promoting third-party products competitive to Veeva CRM.

HIGHData Provider

Third-party data providers, especially IQVIA, restrict customers from uploading and using their healthcare professional, organization, and prescription drug data in Veeva applications. IQVIA will not consent to uploads to Veeva Network Customer Master, has restricted Veeva Nitro, and has said it will deny new data types, which has harmed sales and customer adoption and may continue.

HIGHLife Sciences

Nearly all revenues are from life sciences customers, exposing Veeva to regulatory changes such as Inflation Reduction Act drug pricing reforms, industry consolidation, reduced early-stage funding, and customer bankruptcies. Veeva expects additional reductions in life sciences sales representatives through the end of FY2024, which could negatively impact Veeva CRM and other Commercial Solutions.

HIGHIP Litigation

Veeva is defending against trade secret misappropriation claims from IQVIA and is in active litigation with IQVIA and Medidata. Adverse outcomes could require substantial damages or ongoing royalties, prevent Veeva from offering services, require indemnification of customers, or force costly licenses and modifications.

MEDIUMSales Cycle

Sales cycles can span 12 months or longer and are unpredictable, and since the quarter ended July 31, 2022, Veeva has experienced increased project scrutiny for certain potential projects that may continue. Lengthening sales cycles or substantial resources spent on unsuccessful opportunities would harm operating results and growth.

MEDIUMMacroeconomic

Uncertain macroeconomic and geopolitical factors, including inflationary pressures, changes in interest rates, volatility in the financial sector, recession concerns, currency exchange fluctuations, and the Russian invasion of Ukraine, may cause instability in global markets and disruptions in the life sciences industry. These conditions could negatively impact Veeva's business, financial results, and stock price.

MEDIUMTalent Retention

Veeva must attract and retain highly skilled employees, and competition is intense; sales professionals may take six to nine months or longer to become fully productive. Global compensation increases in the annual review in the fiscal quarter ended April 30, 2022 were higher than previous years and increased expenses, and declines in the perceived value of equity awards could hurt recruitment and retention.

MEDIUMPrivacy Regulation

Increasingly complex data protection and privacy regulations, including GDPR, CCPA, and the Washington My Health My Data Act effective March 21, 2024, may curtail Veeva Crossix's ability to use consumer health data. This may limit accuracy and reduce demand for Crossix products and require modifications to solutions and data practices at substantial expense.

MEDIUMTax

Q1 FY2024 net income rose 31.4% to $131.52M while operating income fell 51.8%, largely because the effective tax rate was (43.3)% versus 23.2% in the prior-year quarter due to $64M of excess tax benefits from equity compensation tied to the CEO's stock option exercise. Future tax rates and net income may vary with stock price and equity compensation.

MEDIUMCustomer Concentration

Veeva's top 10 customers accounted for 29% of total revenues in the fiscal year ended January 31, 2023, and losing one or more key customers or failing to renew or expand their subscriptions could slow revenue growth or cause revenues to decline. The business impact of negative events could be particularly pronounced with the largest customers.

MEDIUMCash Flow

Q1 FY2024 operating cash flow was $505.94M, up 5.2% versus the prior-year quarter, but MD&A states this represents a significant portion of expected FY2024 operating cash flow and that future quarterly cash flows will be substantially less. FY2024 operating cash flow is expected to be reduced by approximately $90M from tax payments related to the Tax Cuts and Jobs Act capitalization and amortization of research and development expenditures.
