Summary

Twilio closed fiscal 2022 with fourth-quarter revenue of $1.02 billion, up 21.6% from the prior-year quarter. Full-year revenue reached $3.83 billion, up 34.6%. Gross profit was $481.14 million in the quarter, up 21.3%, and $1.81 billion for the year, up 30.4%. Gross margin was 47.0% in the quarter, flat with a year earlier. For the full year, gross margin was 47.4%, down 1.5 percentage points. The company stayed unprofitable on a GAAP basis. Fourth-quarter operating loss was $218.57 million, narrower than a year earlier. Fourth-quarter net loss was $229.42 million, also narrower. Full-year operating loss widened to $1.21 billion. Full-year net loss widened to $1.26 billion. Diluted EPS for the full year was -$6.86, down 25.9% from the prior year. Operating margin improved in the quarter to -21.3%, up 12.3 percentage points. For the full year, operating margin was -31.5%, up 0.7 percentage points.

Cash generation remained negative. Operating cash flow was -$58.46 million in the quarter, down 52.9% from the prior-year quarter. Full-year operating cash flow was -$254.37 million, down 337.1%. Deferred revenue was $139.10 million at quarter end, down 1.7% from a year earlier. Remaining performance obligations were $154.50 million, flat with a year earlier. The balance sheet items suggest limited near-term visibility from contracted backlog.

The customer base kept expanding even as expansion within existing accounts slowed. Active Customer Accounts reached over 290,000 at December 31, 2022, up from over 256,000 at December 31, 2021, a 13% increase. The Dollar-Based Net Expansion Rate was 121% for 2022, down from 131% in 2021. Usage-based fees generated 73% of revenue in 2022. The 10 largest Active Customer Accounts produced 12% of total revenue in 2022. Revenue from Active Customer Accounts represented over 99% of total revenue in each of the three years ended December 31, 2022, 2021 and 2020. Management has said the business remains exposed to usage variability because most revenue comes from usage-based communications products.

Management has taken several cost and portfolio actions. In February 2023, the board authorized a share repurchase program for up to $1.0 billion of Class A common stock through December 31, 2024. The company also reorganized into two business units, Twilio Communications and Twilio Data & Applications. The February Plan workforce reduction eliminated approximately 17% of the workforce. Twilio estimates $100.0 million to $135.0 million in charges for that plan. The majority of those charges are expected in the first quarter of 2023, and execution should be substantially complete by the end of the second quarter of 2023. The September Plan eliminated approximately 11% of the global workforce and was substantially complete as of December 31, 2022. For the first quarter of 2023, the company expects an additional loss of approximately $7.0 million to $10.0 million from the 2022 office closures. It also expects an additional impairment of approximately $10.0 million to $25.0 million during 2023 from additional office closures announced in February 2023. Sunsetting the sabbatical program will produce an estimated $10.0 million one-time non-cash benefit in the first quarter of 2023.

Risks remain substantial. Management points to macroeconomic and geopolitical factors, including changes in global economic conditions, customer demand and spending, inflation, labor market constraints, foreign exchange rate fluctuations, and domestic and foreign laws and regulations. Revenue is heavily usage-based, which can create significant differences between forecasts and actual results. Product mix and geographic mix can pressure gross margin, and the full-year gross margin decline was tied to growth in lower margin international messaging. The company also faces credit risk from deterioration in financial assets under macroeconomic stress. Cost cuts may not translate into durable margin improvement if revenue growth slows further.

Risks

HIGHMacroeconomic

Global macroeconomic uncertainties, inflation, rising interest rates and the war in Ukraine may continue to reduce customer spending, delay sales cycles and lead to lower renewal rates. Twilio notes many customers are in social media, cryptocurrencies, retail and e-commerce, consumer packaged goods and direct-to-consumer industries, and its usage-based revenue model may be more severely impacted than SaaS subscription revenue.

HIGHRestructuring

Twilio reduced its workforce by approximately 11% in September 2022 and by an additional approximately 17% in February 2023. Execution risks include additional cash and non-cash costs, attrition beyond planned reductions, lower morale, loss of institutional knowledge, and a smaller sales force that increases reliance on self-service, any of which could prevent intended margin and profitability benefits.

HIGHReorganization

In Q1 2023 Twilio reorganized into Twilio Communications and Twilio Data & Applications. The filing says this may disrupt service, impair internal controls, harm partner and sales relationships, complicate cross-selling between business units, and divert management attention from core operations.

HIGHSales Cycle

Twilio's efforts to increase enterprise adoption involve longer, less predictable sales cycles, multiple technical and business approvals, protracted pricing negotiations and higher costs. Macroeconomic pressure and reduced IT budgets may exacerbate these delays, and the risk factor notes some enterprise customers may not generate enough revenue to justify acquisition costs.

HIGHUsage-Based Revenue

The majority of Twilio's revenue is usage-based, and most customers do not have long-term contractual financial commitments, so customers can reduce or cease usage at any time. The Dollar-Based Net Expansion Rate declined to 121% for FY2022 from 131% for FY2021, which the filing identifies as a metric that can decline if customers reduce usage or Twilio lowers prices.

HIGHGross Margin

FY2022 gross margin declined to 47% from 49% in FY2021, driven by a 120 basis point decrease in messaging margins from strong growth in lower margin international messaging. Network service provider fees can change daily or weekly, and A2P SMS fees passed through to customers increase revenue and cost of revenue but negatively impact gross margins.

MEDIUMCustomer Concentration

Twilio's 10 largest Active Customer Accounts generated 12% of revenue in FY2022, up from 11% in FY2021. The filing says concentration in industries hurt by macroeconomic conditions, such as social media, cryptocurrencies, retail and e-commerce, could exacerbate the effects of weakening conditions, and these large customers may not have long-term contracts.

MEDIUMInternational Expansion

International revenue rose to 34% of total revenue in FY2022 from 32% in FY2021, and Twilio says gross margin for international customers is typically lower than domestic due to higher network service provider fees outside the U.S. Expanding internationally adds regulatory, data privacy, tax, currency and geopolitical risks.

MEDIUMTax

San Francisco City and County assessed Twilio $38.8 million in taxes, interest and penalties, exceeding the $11.5 million accrued. Twilio paid the full amount as required and filed a lawsuit on May 27, 2021, with trial expected in summer 2023, and an adverse ruling could harm its financial position and results of operations.

MEDIUMShare Repurchase

In February 2023 Twilio's board authorized repurchases of up to $1.0 billion of Class A common stock through December 31, 2024. The filing warns the program may not enhance long-term stockholder value, could reduce cash available for working capital, acquisitions or other uses, and may be suspended, while the new 1% excise tax on share repurchases may also affect it.

MEDIUMTalent Retention

Twilio depends on highly skilled personnel and has experienced high attrition, and the September 2022 and February 2023 reductions in force may further affect its ability to hire, retain and motivate employees. The filing specifically notes dependence on co-founder and CEO Jeff Lawson, and loss of key employees could delay strategic objectives.

MEDIUMCompetition

The customer engagement platform market is intensely competitive and fragmented, with larger competitors that have greater resources and some lower list prices. Pricing pressures and competitor acquisitions could reduce Twilio's revenue, margins and ability to maintain market acceptance.
