Summary
Progress Software closed fiscal 2023 with fourth-quarter GAAP revenue of $176.97 million, up 12.6% from the prior-year quarter. Non-GAAP revenue was $177.5 million, up 12% year over year on an actual currency basis and 10% in constant currency. Annualized recurring revenue reached $574 million, up 17% year over year in constant currency. Net retention rate came in at 100%, and on a pro-forma basis that puts MarkLogic in both periods, ARR growth was 1%. Management said the MarkLogic integration was substantially complete in the quarter and that the company paid down another $30 million of debt.
The gap between revenue growth and profit is the story of the quarter. GAAP operating income fell 26% to $22.54 million, and GAAP net income fell 35.3% to $15.34 million. GAAP operating margin was 12.7%, down from 19.4% a year earlier. Gross profit rose 7.3% to $143.31 million, but gross margin slipped to 81.0% from 85.0% as costs of maintenance and services and amortization of acquired intangibles climbed with the MarkLogic addition. Non-GAAP operating income was $62.5 million, up 1% from the prior-year quarter, and the non-GAAP operating margin was 35%, down from 39%. Non-GAAP net income was $45.8 million, down 7%, and non-GAAP diluted earnings per share was $1.02, down 9% from $1.12.
For the full fiscal year, GAAP revenue rose 15.4% to $694.44 million. GAAP operating income fell 16.4% to $110.52 million, and GAAP net income fell 26.2% to $70.20 million. Full-year GAAP diluted earnings per share was $1.57, down from $2.15. Non-GAAP diluted earnings per share was $4.35, up 5% from $4.13. Full-year gross margin was 81.8%, down 2.5 percentage points, and full-year operating margin was 15.9%, down 6.0 percentage points. Operating cash flow for the year was $173.92 million, down 9.5%, and fourth-quarter operating cash flow was $33.16 million, down 17.4%. Full-year capital expenditures were $5.57 million, down 8.5%, and fourth-quarter capital expenditures were $2.39 million, down 20.5%. Management tied the full-year revenue gain to the MarkLogic acquisition and to growth in OpenEdge, Kemp LoadMaster, Sitefinity, Ipswitch, DevTools, Corticon and Chef product offerings.
Guidance for fiscal 2024 calls for non-GAAP revenue of $722 million to $732 million and non-GAAP diluted earnings per share of $4.58 to $4.68. For the first quarter of fiscal 2024, the outlook is non-GAAP revenue of $180 million to $184 million and non-GAAP diluted earnings per share of $1.12 to $1.16. Fiscal 2024 non-GAAP operating margin guidance is 39% to 40%, and adjusted free cash flow guidance is $202 million to $212 million. Starting in fiscal 2024, the acquisition-related revenue adjustment no longer applies, so GAAP revenue equals non-GAAP revenue.
The MOVEit Vulnerability still hangs over the story. Progress faces roughly 118 class action lawsuits transferred to the District of Massachusetts, formal letters from 31 customers and others that claim to have been impacted, an SEC subpoena, an FTC preservation notice and a subpoena from the Office of the Attorney General for the District of Columbia. MOVEit Transfer and MOVEit Cloud represented less than 4% of fiscal 2023 revenue. The company recorded $1.5 million of net MOVEit-related expenses for the year against $15.0 million of cybersecurity insurance coverage, with $3.7 million of recoveries booked and $8.8 million of additional coverage available. Other quarter-end items: deferred revenue of $295.04 million, up 4.5%; remaining performance obligations of $296.00 million, flat; days sales outstanding of 62 days, the same as 62 days a year earlier but up from 49 days in the fiscal third quarter of 2023. The board declared a quarterly dividend of $0.175 per share, and $194.0 million remains under the share repurchase authorization.

Risks
The May 2023 MOVEit Vulnerability in MOVEit Transfer and MOVEit Cloud has led to 118 class action lawsuits, 31 customer or other indemnification letters, a subrogation lawsuit, and multiple government inquiries; MOVEit represented less than 4% of fiscal 2023 revenue but the company cannot estimate the liability and recorded no loss contingency as of Nov. 30, 2023.
MOVEit-related regulatory exposure includes an SEC subpoena received Oct. 2, 2023, a D.C. Attorney General subpoena received Jan. 18, 2024, an FTC preservation notice received Dec. 21, 2023, and formal investigations from a U.S. federal law enforcement agency, the SEC, and the D.C. Attorney General, any of which could result in material fines, penalties, or settlements.
As of the filing date, 31 customers and others claim to have been impacted by the MOVEit Vulnerability and some intend to seek indemnification; other MOVEit customers have sought refunds or delayed implementation timelines, and additional customers may withhold payments or cease using the MOVEit product line entirely.
The company is substantially dependent on OpenEdge products, which accounted for approximately 37% of aggregate revenue in fiscal 2023; declining demand or superior competing technologies could materially harm business, financial condition, and operating results.
As of Nov. 30, 2023, consolidated indebtedness was approximately $724 million, including $360 million of convertible senior notes due April 15, 2026 and a credit facility with a $275.0 million term loan and $300.0 million revolver; interest expense increased 95% to $30.8 million in fiscal 2023, and covenants or a springing maturity could force earlier repayment.
The total growth strategy depends on accretive M&A, including the February 2023 MarkLogic acquisition for $355.3 million net of cash acquired; integration difficulties, failure to achieve expected synergies, or impairment of goodwill and intangible assets could materially harm margins and results.
This filing newly highlights AI integration risks: the company has integrated and plans to further integrate AI capabilities, competitors may incorporate AI more quickly, AI outputs may be deficient or biased, and the Biden administration's Oct. 30, 2023 Executive Order plus possible foreign laws could impose new standards or restrictions.
Approximately 41% of fiscal 2023 revenue came from outside North America and 32% from EMEA; geopolitical conflicts including Russia's invasion of Ukraine and the Israel-Hamas conflict, inflationary pressures, and weaker economic conditions may reduce sales, lengthen sales cycles, and disrupt international operations.
Realignment initiatives may disrupt operations and divert management attention; restructuring expenses rose to $8.4 million in fiscal 2023 from $0.9 million in fiscal 2022, an 856% increase, and future actions may not achieve desired synergies or efficiencies.
Chef offerings incorporate open source components, and open source licensing allows liberal code modification and distribution; low barriers to entry may let competitors develop rival offerings, reduce demand, put price pressure on products, and limit the value of Chef software assets.
Revenue forecasting is uncertain because pipeline conversion requires management judgment and most expenses are relatively fixed; a high percentage of revenue is generated in the third month of each fiscal quarter, so failure to close orders late in a quarter could cause the company to miss revenue targets and hurt its stock price.
