Summary

Paycom closed fiscal 2022 with strong top-line and profit growth. Fourth-quarter revenue reached $370.6 million, up 30.0% from the prior-year period. Full-year revenue was $1,375.2 million, up 30.3%. GAAP operating income for the quarter was $105.8 million, up 54.2%, and full-year operating income was $378.7 million, up 49.3%. Operating margin expanded to 28.6% in the quarter, up 4.5 percentage points, and to 27.5% for the full year, up 3.5 percentage points. GAAP net income was $80.0 million in the quarter, up 64.2%, and $281.4 million for the full year, up 43.6%. Full-year diluted EPS was $4.84, up $1.47.

Cash generation remained healthy. Operating cash flow was $128.5 million in the fourth quarter, up 43.2%, and $365.1 million for the full year, up 14.3%. Capital expenditures were $40.6 million in the quarter, up 19.6%, and $132.7 million for the full year, up 9.9%. Deferred revenue stood at $117.4 million at December 31, 2022, up 15.8% from the prior year-end. Non-GAAP adjusted EBITDA was $163.9 million in the quarter and $579.7 million for the full year. Non-GAAP net income was $100.2 million in the quarter and $357.2 million for the full year.

Operational metrics point to a still-expanding customer base. Total client count reached 36,561 as of December 31, 2022, up 8% from the prior year-end. On a parent company grouping basis, client count was 19,081, also up 8%. Annual revenue retention was 93% for 2022. Paycom stored data for over 6.5 million persons employed by its clients during the year, up 14.0% year-over-year. The company ended 2022 with 55 sales teams. Management highlighted Beti, the self-service payroll tool, as a driver of employee usage and client value.

Non-GAAP profitability also improved. Adjusted EBITDA margin was 44.2% in the fourth quarter and 42.2% for the full year. Full-year adjusted gross margin was 84.9%. Adjusted sales and marketing expenses fell to 23.8% of revenues from 24.8% in the prior year. Adjusted total administrative expenses were 50.4% of revenues for 2022, down from 51.8% in 2021. Adjusted total research and development costs were 14.2% of revenues for 2022, down from 14.8% in 2021. Non-GAAP net income per diluted share was $1.73 in the quarter and $6.14 for the full year. These figures exclude non-cash stock-based compensation and other items, and they are not substitutes for GAAP results.

Paycom issued guidance for the quarter ending March 31, 2023 and for the full year ending December 31, 2023, covering total revenues and adjusted EBITDA. The next-quarter guidance includes adjusted EBITDA in a range of $210 million to $212 million. The full-year guidance includes adjusted EBITDA in a range of $700 million to $702 million. The company did not reconcile the forward-looking adjusted EBITDA ranges to net income because applicable information for future periods is not readily available. Management also discussed a Rule of 65 framework on the teleconference call, but no comparable GAAP reconciliation was provided. Guidance points to continued investment in innovation and automation around the employee experience.

The main risks are familiar for Paycom. The company does not require clients to enter long-term contractual commitments, and most contracts associated with recurring revenues have a one-month term with 30 days' notice of termination. Payroll remains the foundation of the solution, so all clients must use that application to access other tools. Revenue growth depends on new clients and additional applications sold to existing clients. Because some fees are charged per employee, changes in client headcount can affect results. Interest earned on funds held for clients is sensitive to interest rates. Seasonality matters, as payroll tax form filings and ACA form processing lift first-quarter revenues and margins. Management estimates that Enhanced ACA and ACA forms filings will represent approximately 2% of total projected revenues for 2023. The company is also funding an expansion of its corporate headquarters, with estimated construction costs of $70 million to $75 million and completion expected in the first half of 2024. It has a naming rights agreement with payments escalating from $4.0 million in 2021 to $6.1 million in 2035. Paycom had $1.1 billion available under its stock repurchase plan as of December 31, 2022, and the plan expires on August 15, 2024.

Risks

HIGHMacroeconomic

Adverse economic and market conditions, including increased unemployment, inflation, higher interest rates, reduced access to credit, and geopolitical conflict such as the ongoing military conflict in Ukraine, could lead clients to reduce headcount, unscheduled payroll runs, and HCM spending. These conditions could also lengthen sales cycles and increase price competition.

HIGHAI Competition

Risk factors newly emphasize disruptive technologies such as artificial intelligence and machine learning, and state that failure to develop enhancements incorporating natural language processing, AI, machine learning, or blockchain may hurt Paycom's ability to increase client efficiency and reduce costs. If competitors use AI or machine learning to deliver HCM solutions at lower prices, more efficiently, or more conveniently, Paycom's competitive position could be harmed.

HIGHCompetition

The HCM market is highly competitive, rapidly evolving, and fragmented, with competitors including Automatic Data Processing, Ceridian, Gusto, Intuit, Oracle, Paychex, Paylocity, Paycor, Rippling, SAP, Workday, and Ultimate Kronos Group. Some competitors offer lower prices or different billing terms, causing pricing and billing-term pressures, and the emergence of embedded payroll offerings could adversely affect Paycom's competitive position.

HIGHCybersecurity Incident

Paycom collects confidential and personal identifying information as well as financial and payroll data, and HCM software is often targeted in cyber attacks. Geopolitical tensions or state actors may heighten risk, and a breach could cause client loss, regulatory fines, lawsuits, and significant liabilities despite cyber liability insurance.

HIGHData Privacy

Rapidly evolving privacy laws, including the CPRA and Virginia's consumer data privacy statute that both went into effect on January 1, 2023, and new statutes slated for Colorado, Connecticut, and Utah later in the year, may impose additional or conflicting obligations on Paycom and its clients. These laws could reduce demand if clients face constraints on processing, handling, storing, using, and transmitting employee personal information.

MEDIUMMoney Transmission

The adoption of new or adverse interpretations of state and federal money transmitter or money services business laws could require registration or licensing, limit business activities, or change how Paycom invests client funds, potentially reducing interest income. Paycom is registered as a money services business in one jurisdiction and intends to apply for licenses in others, and an unlicensed-money-services determination could lead to civil and criminal fines, penalties, legal fees, and reputational damage.

MEDIUMSales Cycle

The market among large companies may be limited if prospective clients demand customized features and functions that Paycom does not offer. Serving larger prospects may consume significant support and service resources, increasing the cost and time required to complete sales with no guarantee that these prospects will adopt the solution.

MEDIUMTalent Retention

Paycom depends on key executives Chad Richison, Craig E. Boelte, Bradley S. Smith, Holly Faurot, and Justin Long, and has not purchased key person life insurance on any key executive. It also depends on attracting and retaining software developers and skilled IT, sales, marketing, and operational personnel amid high employee mobility and aggressive recruiting.

MEDIUMGrowth Management

Paycom has experienced rapid growth in headcount, clients, transactions, and client and employee data, placing significant demands on management, operational, and financial resources. Failure to manage this growth and organizational change effectively could cause declines in service quality or client satisfaction, cost increases, or delays in introducing new applications.

MEDIUMDebt Covenants

Outstanding debt under the July 2022 Credit Agreement subjects Paycom to operating and financial covenants, including a consolidated interest ratio of not less than 3.0 to 1.0 and a consolidated leverage ratio of not greater than 3.75 to 1.0 stepping down to 3.0 to 1.0. A breach could result in an event of default and cause outstanding indebtedness to become immediately due and payable, and as of December 31, 2022, Paycom had $29.0 million outstanding under the July 2022 Revolving Credit Facility and no outstanding borrowings under the term loan facility.

MEDIUMGoodwill Impairment

As of December 31, 2022, Paycom had recorded $51.9 million of goodwill and $54.0 million of other intangible assets, net. Adverse changes in domestic or global market conditions could change critical impairment assumptions and require a significant charge to earnings.

MEDIUMACA Repeal

If the Affordable Care Act is modified to eliminate employer reporting requirements, or repealed and replaced without similar requirements, Paycom would no longer generate revenue from processing and filing Forms 1094 and 1095. Paycom estimates that revenues from its Enhanced ACA application and ACA forms filings business will represent approximately 2% of total projected revenues for the year ending December 31, 2023 if the ACA is not modified or repealed.

MEDIUMSeasonality

Paycom's recurring revenues are seasonal because annual payroll tax filing forms such as Form W-2 and Form 1099 and ACA-related forms are typically processed in the first quarter, positively impacting first quarter recurring revenues and margins. Unscheduled payroll runs such as bonuses positively impact fourth quarter recurring revenues, and these seasonal fluctuations may make certain operating results and financial metrics difficult to predict.

MEDIUMClient Funds

Paycom may pay employees and taxing authorities amounts due for a payroll period before a client's electronic funds transfers are finally settled to its account. Because ACH credits can be reversed after Paycom has already paid amounts due, client defaults could require Paycom to advance substantial funds and seek additional short-term liquidity on unacceptable terms, if at all.
