Summary

HubSpot reported third quarter fiscal 2023 revenue of $557.6 million, up 25.6% from the prior-year quarter. Revenue for the first nine months of fiscal 2023 reached $1.59 billion, up 25.9% from the same period a year earlier. Growth came mostly from more customers buying lower-priced Starter products, while continued demand for Professional and Enterprise plans and adoption of multiple Hubs lifted revenue per customer. Management noted that most customer subscriptions run one year or less and that billing terms vary from period to period, so deferred revenue at any single point is not a reliable read on future revenue.

Gross profit was $470.03 million, up 29.9% from the prior-year quarter, and gross margin rose to 84.3% from 81.5%. Management credited hosting cost efficiencies from infrastructure optimization. GAAP profitability improved sharply in the quarter. The operating loss narrowed to $20.44 million from $32.21 million, and operating margin was -3.7% against -7.3%. Net loss was $5.46 million, or -$0.11 per diluted share, compared with $31.41 million, or -$0.65 per diluted share. Non-GAAP operating income was $90.2 million versus $40.7 million, and non-GAAP net income was $83.4 million, or $1.59 per diluted share. Stock-based compensation is the main bridge between the GAAP and non-GAAP results, and it remains a large non-cash expense.

The year-to-date GAAP picture is weaker. The operating loss widened to $183.71 million, the net loss widened to $162.69 million, and diluted EPS was -$3.27. Restructuring charges explain much of the gap. The quarter carried $0.8 million of restructuring charges, and the nine-month total was $93.3 million, split between $26.9 million of severance and employee-related costs and $66.4 million for lease terminations and abandonments. The plan was authorized in January 2023 and is meant to consolidate lease space and create higher density across workspaces. Management expects $20 million to $22 million of incremental charges and about $59.0 million in fixed rent payments on abandoned facilities over the next four years.

Cash generation was solid. Operating cash flow for the quarter was $89.05 million, up 48.3% from $60.06 million. Capital expenditures fell 17.3% to $10.84 million. Non-GAAP free cash flow, which deducts purchases of property and equipment and capitalized software development costs and adds back restructuring payments, was $64.7 million against $35.5 million. Deferred revenue, current portion only, was $578.28 million, up 23.4%, and remaining performance obligations were $687 million, up 47.7%.

Customer count reached 194,098 at September 30, 2023, up 22% year over year. Average subscription revenue per customer was $11,520 in the quarter, up 3%, and the company had 7,478 full-time employees, up 1%. Guidance for the fourth quarter of fiscal 2023 calls for non-GAAP operating income of $85 million to $86 million and non-GAAP net income per share of $1.53 to $1.55 on roughly 52.7 million weighted average diluted shares. For the full fiscal year 2023, non-GAAP operating income is guided to $317 million to $318 million and non-GAAP net income per share to $5.66 to $5.68 on about 52.2 million diluted shares. Management said favorable foreign exchange rates are expected to be a 2 point tailwind to fourth quarter revenue growth and a neutral factor for the full year.

Named risks include a history of losses, the ability to retain existing customers and add new ones, competition in the CRM market, regulatory developments around artificial intelligence and machine learning, and macroeconomic pressure from inflation, foreign currency movement, and geopolitical conflict. The company also flagged the proposed Clearbit acquisition in its forward-looking statements. Management does not expect the company to be profitable in the near term.

Risks

HIGHAI Competition

Competitors may use evolving AI technologies to render HubSpot's products less competitive or obsolete, and failure to adapt could force price reductions or margin pressure. MD&A notes AI-powered engagement hubs and research and development expense increased 38% for the quarter and 40% year to date.

HIGHSales Cycle

Substantially all subscriptions are one year or less and customers have no obligation to renew; they may renew for lower tiers, fewer contacts or seats, or shorter contract lengths, which could reduce future revenue.

HIGHRestructuring

The January 2023 Restructuring Plan reduced workforce by approximately 7% and consolidated leases, with restructuring charges of $93.3 million for the nine months ended September 30, 2023 and $0.8 million in the quarter. The plan may not adequately reduce operating costs or improve operating margins and may cause attrition or operational disruptions.

HIGHCybersecurity Incident

Risk factors state recent cybersecurity incidents and compromises affecting large institutions, including an incident that affected HubSpot, and warn attacks are increasing in sophistication and frequency. A breach could cause liability, remediation costs, reputational harm and customer loss.

MEDIUMAI Liability

Generative AI may create factually inaccurate or copyrighted content, exposing HubSpot to brand, reputational, competitive harm or legal liability. The filing also warns that developing, testing and deploying AI systems may increase computing costs and pressure profit margins.

MEDIUMMacroeconomic

MD&A states rising inflation and foreign exchange fluctuations have had and may continue to have an adverse impact on financial condition and operating results. Risk factors warn customers may reduce spending, delay purchases, or seek extended billing terms or pricing discounts in a downturn.

MEDIUMTalent Retention

The workforce reduction and hybrid/remote model may make it harder to preserve company culture, attract, integrate, retain and motivate highly qualified employees, and may lead to attrition beyond the intended reduction.

MEDIUMConcentration Risk

AWS hosts the substantial majority of HubSpot's products and platform; if hosting costs increase due to vendor consolidation, regulation, or contract renegotiation, HubSpot may not be able to raise fees, and AWS service interruptions could harm operations.

MEDIUMDebt

The 2025 Notes were convertible at holder option during the quarter ended September 30, 2023 because the stock price condition was met; as of November 3, 2023 no material conversion notices were received, but cash settlement or reclassification as a current liability could reduce liquidity and net working capital.

MEDIUMCurrency

Foreign currency transaction losses increased in the quarter primarily due to the decline in the value of the Euro and British Pound Sterling relative to the U.S. Dollar; the nine-month change was primarily due to the increase in the Euro and British Pound Sterling relative to the U.S. Dollar.
