Total ARR decreased $2.2 million from the prior quarter. Paying users rose to 18.12 million from 17.77 million a year earlier, but fell 0.05 million from the prior quarter. Dropbox said forward-looking guidance would be provided on its conference call, webcast and investor relations website. The 10-K MD&A gives directional context. Dropbox expects cost of revenue to decrease in absolute dollars in the near term because the useful lives of certain infrastructure server and component assets are increasing from four to five years. It expects research and development costs to decrease in absolute dollars and as a percentage of revenue in the near term. Gross margin is expected to remain relatively constant in both the near and long term. Free cash flow is expected to generally increase in future periods as subscription sales grow and operating efficiencies improve. The useful life change is expected to have a favorable impact on fiscal year 2024 cost of revenue and operating income of about $30.5 million. Risks include macro headwinds that weighed on Teams plans and on FormSwift, DocSend and Dropbox Sign, with customers showing more prudence and price sensitivity. ARR declined from the prior quarter because of the decision to deprecate the previous 'as much space as you need' policy for Advanced plans, which caused incremental churn and reduced top-of-funnel interest, plus a challenging macro environment and seasonality. Paying users declined from the prior quarter mainly because of reduced prominence of the Family plan on Plans pages and expected seasonality. The company also faces foreign exchange pressure and uncertainty in the corporate real estate market. The forward-looking statement list also cites risks around retaining and upgrading paying users, converting registered users to paying users, competition, rapid technological changes, and data security breaches.

Risks
Macro headwinds weighed on Dropbox Teams plans and on FormSwift, DocSend and Dropbox Sign during the year ended December 31, 2023, as customers became more prudent with spend and exhibited higher price sensitivity. Revenue still rose 7.6% year to date, but the company notes macro impacts may not be fully reflected until future periods.
Total ARR declined in the fourth quarter of 2023 compared to the third quarter of 2023, and paying users also declined in the fourth quarter of 2023 compared to the third quarter of 2023. The company attributes the ARR decline partly to deprecating the previous 'as much space as you need' policy for Advanced plans, which caused incremental churn and reduced top-of-funnel interest, and the paying user decline partly to reducing the prominence of the Family plan on Plans pages.
Dropbox has made and will continue to make significant investments in AI products, but faces rapid development and significant competitive pressures and may not compete effectively or realize a return on those investments. The company also cites uncertainty in the AI regulatory landscape, including the European Union's proposed Artificial Intelligence Act.
The content collaboration market is competitive and rapidly changing, with Microsoft, Amazon, Apple, Google and Adobe in cloud storage and Microsoft, Atlassian, Slack and Google in content collaboration. Competitors may bundle lower-priced or free products, and some have greater resources or can influence platform interoperability.
Dropbox disclosed a recent past incident in which an error in its use of a trusted third party for anti-malware and phishing services made URLs embedded in content shared on Dropbox or uploaded to DocSend available to other paid subscribers and partners of that third party. The company also states that incorporating AI technologies may create additional or increase existing cybersecurity risks.
Under its Virtual First model, Dropbox recorded $3.6 million of real estate impairment charges in 2023 and $175.2 million in 2022, and may incur additional impairment charges depending on the corporate real estate market or shifts in Virtual First strategy. The extended decline in San Francisco commercial real estate has impacted its subleasing strategy, and it recorded a $158.8 million one-time gain in 2023 from a partial lease termination for its San Francisco headquarters.
Dropbox announced a reduction of its global workforce by approximately 16% on April 27, 2023 and incurred $39.3 million of severance, benefits and other related expenses during 2023. The Virtual First model may make it harder to oversee a distributed workforce, potentially harming culture, increasing attrition and reducing productivity.
The Inflation Reduction Act introduced a 1% non-deductible excise tax on certain share repurchases, which will generally increase the costs of Dropbox's stock repurchase program. The company also expects cash tax obligations to increase in the foreseeable future as it has utilized a significant portion of its U.S. federal, state and foreign net operating losses.
