Summary

Dropbox closed fiscal 2022 with fourth quarter revenue of $598.8 million, up 5.9% from the prior-year quarter, and full-year revenue of $2.32 billion, up 7.7%. On a constant currency basis, fourth quarter revenue growth was 9.2% and full-year growth was 9.4%. Gross profit was $483.0 million in the quarter, up 7.4%, and $1.88 billion for the full year, up 9.7%. Gross margin was 80.7% in the quarter, up 1.1 percentage points, and 80.9% for the full year, up 1.5 percentage points. The income statement showed strain below the gross profit line. Operating income swung to a loss of $80.4 million in the quarter, down 214.5% from the prior-year quarter. Full-year operating income was $181.3 million, down 33.9%. Operating margin was -13.4% in the quarter, down 25.8 percentage points, and 7.8% for the full year, down 4.9 percentage points. Net income was $328.3 million in the quarter, up 163.5%, and $553.2 million for the full year, up 64.7%. Full-year diluted EPS was $1.52, up 78.8%.

Operationally, Total ARR ended at $2.514 billion, up $82.8 million quarter-over-quarter and 11.2% year-over-year. Constant currency Total ARR growth was 11.8%. Paying users ended at 17.77 million, compared with 16.79 million for the same period last year. Management pointed to the FormSwift acquisition, completed on December 15, 2022 for approximately $95 million, with $25.7 million subject to ongoing employee service. The deal adds a cloud-based forms and agreements product to Dropbox Sign, DocSend, and the core Dropbox platform. Cash generation remained a bright spot. Net cash provided by operating activities was $194.6 million in the quarter, up 19.6%, and $797.3 million for the full year, up 9.2%. Free cash flow was $181.7 million in the quarter, compared with $161.4 million in the prior-year quarter, and $763.5 million for the full year, compared with $707.7 million. Capital expenditures were $12.9 million in the quarter, up 892.3%, and $33.8 million for the full year, up 52.9%. Deferred revenue was $702.6 million, up 4.6% from the prior-year quarter.

Non-GAAP results show adjusted profitability held steady even as GAAP results absorbed real estate impairment charges and a one-time tax benefit. Non-GAAP gross margin was 82.0%, compared with 80.9% in the prior-year quarter. Non-GAAP operating margin was 29.9%, compared with 29.7%. Non-GAAP net income was $141.2 million, compared with $159.9 million in the prior-year quarter. Non-GAAP diluted EPS was $0.40, compared with $0.41. The GAAP net income figure benefited from a one-time income tax benefit from the release of a valuation allowance on U.S. federal and certain state deferred tax assets, while operating income was hurt by real estate impairment charges tied to the San Francisco Bay area office market and the Virtual First strategy. Those items explain much of the gap between GAAP and non-GAAP results.

Management's commentary on the macro environment was cautious. Dropbox said it saw elevated headwinds across all lines of its business, particularly in the fourth quarter of 2022. It cited increased price sensitivity and a reduction in licenses from larger Teams customers. It also saw incremental macro headwinds in Dropbox Sign and DocSend. Foreign exchange rates remained a drag, with revenue growth on a constant currency basis higher than reported growth. The company said it did not experience material impacts from the war in Ukraine or related sanctions during the year. For the future, management expects free cash flow to generally increase as subscription sales grow and operating efficiencies continue. It expects cost of revenue, research and development, and sales and marketing expenses to increase in absolute dollars, while gross margin should remain relatively constant and general and administrative expenses should fluctuate. The release did not include specific numeric guidance for 2023; management said it would provide forward-looking guidance on its conference call and webcast.

Risks

HIGHMacroeconomic

MD&A reported elevated macro headwinds across all lines in Q4 2022, including increased price sensitivity and a reduction in licenses from larger Teams customers, plus incremental headwinds in Dropbox Sign and DocSend. For FY2022, revenue was up 7.7% year to date but operating income was down 33.9% year to date and Q4 operating income swung to a loss.

HIGHConversion Risk

Paying user growth rate has declined and may continue to decline; as of Dec 31, 2022 Dropbox had over 700 million registered users but only 17.77 million paying users. Management stated that if average revenue per paying user does not increase to offset slower growth or decline in paying users, revenue and revenue growth rate will decline.

HIGHCompetition

The content collaboration market is competitive, with Microsoft, Amazon, Apple, Google, Adobe, Box, Atlassian, Slack, and DocuSign among competitors; some competitors may bundle lower-priced or free products and control operating systems or app stores used to distribute Dropbox.

HIGHReal Estate

Impairment related to real estate assets increased 460% to $175.2 million in FY2022 from $31.3 million in FY2021 because of adverse San Francisco Bay Area corporate real estate conditions and Virtual First subleasing assumptions; additional impairment charges may occur.

MEDIUMAcquisition Risk

In Q4 2022 Dropbox acquired Boxcryptor assets and FormSwift; integration may divert management attention, fail to achieve expected benefits, or expose Dropbox to unknown liabilities and goodwill impairment.

MEDIUMTalent Retention

Dropbox depends on CEO and co-founder Andrew Houston; Timothy Young stepped down as President in February 2023. Competition for highly skilled personnel is intense, and the Virtual First model may affect hiring, integration, and retention.

MEDIUMCybersecurity Incident

Risk factors cite past unauthorized access and evolving threats such as the SolarWinds attack and Log4j vulnerability; a breach could trigger regulatory investigations, litigation, user loss, and reduced revenue.

MEDIUMInfrastructure

Datacenter equipment supply chain challenges, few qualified suppliers, and competitors competing for the same components could constrain capacity; if Dropbox misestimates infrastructure needs, operating margins could be reduced or service could be disrupted.

MEDIUMTax

Section 174 R&D capitalization increased income tax payable and deferred tax assets by approximately $123.9 million for tax year 2022, and Dropbox expects cash tax obligations to increase in the foreseeable future. The new 1% excise tax on stock repurchases may increase buyback costs.

MEDIUMGovernance

As of Dec 31, 2022, Mr. Houston held approximately 74.4% of voting power and directors, executive officers, and 5% holders held 79.3% in aggregate, concentrating control and limiting other stockholders' influence on corporate matters.
