Summary

Datadog reported first quarter fiscal 2021 revenue of $198.5 million, up 51.3% year over year. Gross profit rose 45.0% to $151.9 million. Gross margin was 76.5%, down 3.3 percentage points from the prior-year quarter. The company attributed the gross margin decline primarily to increased spend with third-party cloud infrastructure providers. Datadog swung to an operating loss of $12.8 million from operating income a year earlier, and operating margin was -6.5%, down 9.3 percentage points. Net loss was $13.1 million, down from net income a year earlier. Diluted EPS was -$0.04, down from positive EPS a year earlier. On a non-GAAP basis, operating income was $19.6 million, non-GAAP operating margin was 10%, and non-GAAP net income per diluted share was $0.06. Those non-GAAP figures exclude stock-based compensation and other items.

Cash generation improved. Operating cash flow was $51.7 million, up 112.9% year over year. Capital expenditures were $1.0 million, down 34.6%. Free cash flow, a non-GAAP measure, was $44.5 million. Datadog defines free cash flow as net cash provided by operating activities minus capital expenditures and capitalized software development costs. Deferred revenue, current portion, was $223.6 million as of March 31, 2021.

Operational metrics showed continued expansion. Datadog had 1,437 customers with ARR of $100,000 or more as of March 31, 2021, an increase of 50% from 960 as of March 31, 2020. Those customers represented 79% of ARR, up from 76% a year earlier. The company had approximately 15,200 customers as of March 31, 2021, compared with approximately 11,500 as of March 31, 2020. Dollar-based net retention was above 130% at each of March 31, 2021 and 2020. Approximately 75% of customers used more than one product, up from approximately 60% a year earlier. Datadog closed the acquisitions of Sqreen and Timber. It made Network Performance Monitoring for Windows generally available and said it is the first company to offer monitoring of live traffic between Windows Server hosts. The company surpassed 450 out-of-the-box supported integrations, including AWS CloudWatch Metrics Stream, Red Hat Gluster Storage, Azure App Services extension, Juniper, SonarQube, and VoltDB. Datadog was named a Leader in Gartner's 2021 Magic Quadrant for Application Performance Monitoring.

Guidance points to continued growth. For the second quarter of 2021, Datadog expects revenue between $211 million and $213 million. It expects non-GAAP operating income between $9 million and $11 million and non-GAAP net income per share between $0.03 and $0.04, assuming approximately 344 million weighted average diluted shares outstanding. For the full year 2021, the company expects revenue between $880 million and $890 million. It expects non-GAAP operating income between $45 million and $55 million and non-GAAP net income per share between $0.13 and $0.16, assuming approximately 345 million weighted average shares outstanding. Datadog has not reconciled its non-GAAP guidance to the most directly comparable GAAP measures because of uncertainty about stock-based compensation and employer payroll taxes on equity incentive plans. Those items could be material to GAAP results.

Risks remain. The company warns that recent rapid growth may not be indicative of future growth. It has a history of operating losses. The business depends on existing customers purchasing additional subscriptions and products and renewing subscriptions. It also depends on attracting new customers and expanding sales and marketing capabilities. Other named risks include security breaches, interruptions or performance problems with products and platform, failure to adapt to rapidly changing technology or customer needs, competition, managing growth, and general market, political, economic, and business conditions. The ongoing COVID-19 pandemic and any related economic downturn could affect Datadog or its customers' businesses, financial condition, and results of operations. Gross margin could also fluctuate with investments in products and geographic coverage.

Risks

HIGHMacroeconomic

The ongoing COVID-19 pandemic and related economic downturn could reduce IT spending and customer usage. Datadog disclosed it experienced some impact to the rate of usage growth from existing customers during the second quarter of 2020, and management says the extent of the pandemic's impact on results remains uncertain and may not be fully reflected until future periods due to the subscription model.

HIGHProfitability

Datadog had a history of operating losses and may not sustain profitability. For the three months ended March 31, 2021, operating loss was $12.8 million and net loss was $13.1 million, compared with operating income of $3.8 million and net income of $6.5 million for the three months ended March 31, 2020. It expects costs and expenses to increase in future periods.

HIGHCompetition

The markets in which Datadog participates are competitive, with competitors including IBM, Microsoft, Cisco, Splunk, Elastic, and native cloud provider solutions from AWS, GCP, and Microsoft Azure. Pricing pressures and sales through cloud provider marketplaces could reduce direct customer relationships and profit margins.

HIGHRegulatory

Data privacy and security laws are stringent and changing. The Schrems II ruling invalidated the EU-U.S. Privacy Shield, the Swiss-U.S. Privacy Shield was questioned, and reliance on Standard Contractual Clauses remains uncertain, which may decrease demand and lengthen sales cycles for European customers. The CCPA and CPRA also increase compliance costs and potential liability.

HIGHCybersecurity Incident

Datadog has previously been the target of cyber-attacks; in July 2016 an unidentified third party gained unauthorized access to and exfiltrated data from certain infrastructure resources, including a database storing customer credentials and confidential personal information. Remote work during COVID-19 may pose additional data security risks, including increased phishing and spam emails experienced during 2020.

HIGHCustomer Retention

Datadog depends on existing customers purchasing additional subscriptions and renewing. Subscription terms are primarily monthly or annual with no renewal obligation, and renewal or expansion may be impacted by customer business strength, usage, satisfaction, pricing, competing products, and global economic conditions including COVID-19.

MEDIUMSales Cycle

The temporary suspension of travel and in-person meetings due to COVID-19 could negatively affect marketing efforts, the length or variability of sales cycles, international expansion, and recruiting. The company also targets enterprise customers, which historically involve longer and less predictable sales cycles.

MEDIUMGrowth Rate

Recent rapid growth may not be indicative of future growth, and Datadog expects its revenue growth rate to decline as the business matures. Revenue grew 51% to $198.5 million for the three months ended March 31, 2021, but the company says prior growth should not be relied upon as an indication of future performance.

MEDIUMGross Margin

Gross margin decreased to 76% for the three months ended March 31, 2021 from 80% for the three months ended March 31, 2020, primarily due to increased spend with third-party cloud infrastructure providers. Cost of revenue increased 76% over the same periods.

MEDIUMConcentration Risk

Datadog relies on third-party cloud infrastructure providers to host its products. Any disruption, capacity limitation, or interference could impede onboarding new customers or expanding existing customers, and service agreements may be terminated or require significant re-architecture. Sales through cloud provider marketplaces also reduce direct customer relationships and margins.

MEDIUMTalent Retention

Datadog depends on its executive officers, particularly co-founders Olivier Pomel and Alexis Lê-Quôc and CFO David Obstler, as well as key engineers and sales personnel. Competition for such personnel is intense, and equity award value volatility could affect recruiting and retention.

MEDIUMDebt

In June 2020 Datadog issued $747.5 million aggregate principal amount of 0.125% Convertible Senior Notes due 2025. Interest expense increased to $5.5 million for the three months ended March 31, 2021 from $0.7 million for the three months ended March 31, 2020. The conditional conversion feature, future indebtedness, and capped call counterparty risk could adversely affect liquidity and dilution.

MEDIUMInternational Operations

Revenue from regions outside North America was 28% and 24% of total revenue for the three months ended March 31, 2021 and 2020. Geographic expansion creates operational challenges including regulatory, tax, Brexit, labor, currency, and data residency risks.

LOWGovernance

The dual class structure concentrates voting control with Class B holders, including executive officers, directors, and affiliates. As of March 31, 2021, Class B represented approximately 76% of voting power, limiting Class A stockholders' ability to influence important transactions.
