The first half of fiscal 2023 showed similar trends. Revenue was $484.4 million, up 16.2%. Gross profit was $357.4 million, up 21.1%, and gross margin was 73.8%, up 3.0 percentage points. Operating income was $3.8 million, and operating margin was 0.8%, up 4.7 percentage points. Net loss was $3.7 million, a narrowed loss, and diluted EPS was negative $0.08, also narrowed. Operating cash flow was $136.1 million, down 2.5% from the first half of fiscal 2022. For the quarter, operating cash flow was $28.3 million, down 36.7%. Free cash flow, a non-GAAP measure, was $18.0 million for the quarter and $108.8 million for the first half. The company noted that second quarter free cash flow was affected by strong collections during the first quarter.

Deferred revenue was $458.2 million, up 8.6% from the prior-year quarter. Remaining performance obligations were $1.10 billion, up 19.3%. Billings were $235.0 million, up 10%, with a negative impact of 6 percentage points from foreign exchange. Net retention rate was 112%, up from 106% a year earlier and up 600 basis points from the prior year. Paying organizations increased 3% from July 31, 2021 to July 31, 2022. Revenue from non-U.S. customers was 33%, compared with 32% in the prior-year quarter. Research and development headcount grew 40%, and sales and marketing headcount grew 14%. Box pointed to wins and expansions with Apellis Pharmaceuticals, ByteDance, Marriott International, New York Genome Center, Playbill Incorporated, and Reddit. It also announced StateRAMP authorization, new security enhancements, a France Zone that expands Box Zones to nine locations, and updates to its Trust Partner Program with Cisco, Relativity, Theta Lake, and Splunk. BoxWorks Digital Tokyo drew 4,000 attendees, and the company will host its 12th annual BoxWorks virtually on October 6 and 7. Amit Walia, CEO of Informatica, joined the board.

Guidance for the third quarter of fiscal 2023 calls for revenue growth of 13% year over year at the high end of the range, with a negative impact of 4 percentage points from foreign exchange. Non-GAAP operating margin is expected to be approximately 23%, and non-GAAP diluted net income per share is expected to be $0.29 to $0.30. For the full fiscal year 2023, revenue growth is expected to be 14% year over year at the high end of the range, which represents an acceleration from last year's growth rate of 13%. Full-year revenue growth expectations include a negative impact of 4 percentage points from foreign exchange. Full-year non-GAAP operating margin is expected to be approximately 22.5%. Full-year non-GAAP diluted net income per share is expected to be $1.13 to $1.16, an increase from previous guidance of $1.11 to $1.15. EPS guidance reflects an expected negative impact from foreign exchange.

The quarter carried clear risks. Foreign exchange headwinds reduced revenue growth by 3 percentage points in the quarter and are expected to reduce third quarter and full-year revenue growth by 4 percentage points. The strong dollar also weighed on billings and RPO. The company faces a highly competitive market, pricing pressures, industry consolidation, and new competitors. Customers may not renew, expand, or adopt new products on a timely basis. The pandemic, inflation, and the Russian invasion of Ukraine could pressure IT spending and delay sales cycles. Box also cited potential security vulnerabilities or breaches, execution risks around product enhancements and integrations, and risks from acquisitions. Billings are expected to concentrate more in the back half of the fiscal year, especially the fourth quarter. In the first half, Box used $234.9 million to repurchase common stock, leaving $29.3 million available under its repurchase authorization as of July 31, 2022.

Risks

HIGHCompetition

Box faces intense competition in cloud content management, enterprise file sync and share, e-signature, workflow automation, and security/governance from larger competitors such as Microsoft, Google, OpenText, and Dropbox. Some competitors bundle products or offer lower or free pricing, creating pricing pressure that could reduce sales or margins.

HIGHSales Cycle

Sales efforts are increasingly focused on enterprise and highly regulated customers and cloud content management use cases, which may lengthen and increase the cost of sales cycles, add implementation and customization challenges, and delay revenue recognition. MD&A attributes revenue growth partly to large deals and higher attach rates of multi-product Suites, especially Enterprise Plus, reinforcing dependence on complex enterprise sales.

HIGHCustomer Retention

The business depends on customer renewals and expansion; net retention rate was 112% as of July 31, 2022 and 106% as of July 31, 2021, but the company has experienced periods of decrease and it may decrease again. Failure to renew or expand seat counts or add-on products could cause revenue to decline.

HIGHMacroeconomic

Adverse economic conditions, including inflation, rising interest rates, supply chain disruptions, COVID-19, and the Russian invasion of Ukraine, could cause customers to delay or reduce IT spending, leading to reduced sales, longer sales cycles, and increased price competition. MD&A notes the pandemic may still cause increased churn, delayed sales cycles, and reduced customer budgets.

HIGHCybersecurity Incident

As Box serves more regulated customers and supports hybrid work, it faces increased targeting by malicious actors; the filing highlights heightened cybersecurity, phishing, malware, and ransomware risks from nation-state and affiliated actors due to Russia's invasion of Ukraine. A breach or improper user configuration could expose sensitive customer data and lead to liability, lost customers, and reputational harm.

MEDIUMForeign Exchange

Fluctuations in the U.S. dollar versus the Japanese yen, British pound, and euro negatively affected results of operations during the six months ended July 31, 2022, and RPO growth and revenue were partially offset by negative foreign currency exchange rates. Box does not have broader hedging programs in place.

MEDIUMRegulatory

Privacy and data protection obligations, including GDPR, cross-border transfer rules, CCPA, and the CPRA effective January 1, 2023, impose compliance costs and potential fines, and may require changes to data processing practices. Data localization laws could also increase the cost and complexity of delivering services.

MEDIUMTalent Retention

Box depends on key employees and highly skilled personnel, and R&D headcount increased 40% with growth in the Poland engineering center. Failure to hire, retain, and motivate personnel, including in a hybrid work model and international locations, could impair product development and growth.

MEDIUMInfrastructure

Box relies on third-party data center hosting and cloud providers, and is migrating more storage and processing to third-party cloud facilities. The filing notes it has never performed a full live failover of its services, so a disaster, outage, or failed data transfer could interrupt service and trigger credits, penalties, or customer losses.

MEDIUMLiquidity

The $345.0 million convertible senior notes are scheduled to mature January 15, 2026, and Box has irrevocably elected to settle principal in cash; the Series A Convertible Preferred Stock also carries cumulative 3.0% dividends and redemption rights. These obligations could reduce cash available for operations or require additional financing.

MEDIUMActivist Shareholder

Box was recently engaged in a costly proxy contest with an activist shareholder that diverted significant board and management time. Perceived uncertainty from shareholder activism or board changes could harm customer, employee, and partner relationships and increase share price volatility.
