Summary
Atlassian closed fiscal 2023 with fourth quarter revenue of $939.1 million, up 23.6% from the prior-year quarter, and full-year revenue of $3.53 billion, up 26.1%. Cloud revenue grew 30% and Data Center revenue grew 46% in the quarter, while Server declined 27%. Subscription revenue rose 34%. The mix keeps shifting toward cloud, and deferred revenue of $1.55 billion, up 30.7% year over year, plus remaining performance obligations of $1.8 billion, points to a committed book of business that management attributes to growth in annual and multi-year subscriptions. Management also credited focused sales execution ahead of the June 30, 2023 expiration of the loyalty discount program, which pulled enterprise deals forward and produced record migrations to Cloud and Data Center.
Profitability remains a mixed picture. Gross profit of $769.3 million rose 22.2%, but gross margin of 81.9% slipped 0.9 percentage points from 82.8% as hosting costs and the cloud mix took a toll. GAAP operating loss widened to $50.4 million from $42.3 million, although operating margin of -5.4% improved 0.2 percentage points from -5.6% because revenue grew faster than the loss. Net loss narrowed 35.0% to $59.0 million from $90.6 million. On a full-year basis, net loss of $486.8 million narrowed 6.3%, and the diluted loss per share of -$1.90 compared with -$2.05. The gap between GAAP and adjusted results is wide: non-GAAP operating income of $202.8 million and a 22% non-GAAP operating margin, up from 14%, strip out stock-based compensation, intangible amortization and restructuring charges, and non-GAAP net income of $147.0 million compared with $68.5 million.
Cash generation held up. Operating cash flow was $272.8 million in the quarter, up 26.9%, and $868.1 million for the full year, up 5.7%. Capital expenditures fell 90.2% to $2.4 million, leaving free cash flow of $270 million, up 42% year over year, and full-year free cash flow of $842.5 million at a 24% margin. The company ended June 30, 2023 with $2.1 billion in cash, cash equivalents and marketable securities. Fourth quarter free cash flow absorbed roughly $18 million of severance and termination payments tied to the March 2023 restructuring, which eliminated about 500 roles, or roughly 5% of the workforce, and produced $96.9 million of charges in fiscal 2023. Atlassian repurchased $118 million of stock in the quarter, part of $150.0 million of repurchases during the fiscal year. The tax provision also carried a $110.7 million reserve for uncertain tax positions tied to transfer pricing discussions with the Australian Taxation Office.
Customer metrics stayed healthy. Atlassian ended the year with 262,337 customers, up nearly 20,000 over the prior fiscal year, with net new additions of 2,562 in the fourth quarter. More than 250,000 customers use at least one cloud product, roughly 45,000 use Jira Service Management, and Jira Software powers workflows at nearly 125,000 customers. The number of customers spending more than $1 million annually grew 52% year over year, and enterprise sales grew over 50% during fiscal 2023, with cloud sales to ITSM enterprise customers up 80%. Management flagged that free-to-paid conversion remains challenged by the macro environment, while churn and monthly active usage were stable.
Guidance for the next quarter includes cloud revenue growth of 25% to 27%, GAAP gross margin near 81.0%, non-GAAP gross margin near 83.5%, GAAP operating margin near -8.5% and non-GAAP operating margin near 19.5%. For the full fiscal year 2024, cloud revenue growth is guided to 25% to 30%, Data Center revenue growth to about 30% and Other revenue to be roughly flat, with GAAP gross margin of about 81.0%, non-GAAP gross margin of about 83.5%, GAAP operating margin of about -8.0% and non-GAAP operating margin of about 18.5%. Server revenue is expected to reach zero in the fourth quarter of fiscal 2024 as support ends in February 2024, and the company warns that migration timing will create quarter-to-quarter variability in Cloud and Data Center growth. Executives expect non-GAAP operating margin to move above 18.5% starting in fiscal 2025. The named overhangs are an uncertain macro backdrop that continues to pressure paid seat expansion and free-to-paid conversion, and the Server transition itself. Separately, Chief Revenue Officer Cameron Deatsch will leave at the end of December 2023.

Risks
MD&A states weakening macroeconomic conditions, rising inflation, higher interest rates, and Russia's invasion of Ukraine impacted fiscal year 2023 results, with growth from existing customers moderating during fiscal year 2023 and free-to-paid conversion growth also moderating. Although revenue rose 26.1% fiscal year 2023 year to date, management tied the moderation to customers affected by economic conditions.
Atlassian plans to end maintenance and support for Server offerings in February 2024 and is migrating customers to Cloud and Data Center; Cloud offerings typically have lower initial-year revenue and higher hosting costs, and management expects gross margin to decrease due to mix shift. Gross margin was 82.1% fiscal year 2023 year to date, down 1.8 pp from prior year.
Markets are intensely competitive and include Microsoft (including GitHub), IBM, Alphabet, ServiceNow, Gitlab, and others; competitors with greater resources or low-cost or free products could pressure pricing and new customer generation. Atlassian also faces competition as it expands beyond software development teams and as AI adoption intensifies.
Business depends on customers renewing subscriptions and maintenance and purchasing additional licenses; customers generally do not enter long-term contracts and primarily have monthly or annual terms. Retention and expansion may decline due to economic conditions, cloud migration, pricing changes, or the decision to end perpetual license sales.
Atlassian derives a majority of revenue from Jira Software and Confluence, so market acceptance of these products is critical; if demand weakens or competitors offer lower-cost alternatives, business and results could be harmed. No single customer contributed more than 5% of total revenues during fiscal year 2023.
Atlassian recorded a $110.7 million reserve for uncertain tax positions in fiscal year 2023 related to ATO transfer pricing APA negotiations, and maintains full valuation allowances on U.S. federal, U.S. state, and Australian deferred tax assets. The TCJA's research and development capitalization requirement may materially increase future cash taxes if not deferred, modified, or repealed.
Filing says recruiting and hiring senior product engineering personnel, particularly with AI and machine learning backgrounds, has been and will continue to be challenging; the March 2023 rebalancing may adversely affect ability to attract and retain employees. Atlassian announced in August 2023 that its Chief Revenue Officer will step down effective December 31, 2023.
Risk factor states legal, regulatory, social and ethical issues related to AI and machine learning may cause reputational harm and liability, and generative AI may require costly investment in proprietary datasets, models, and testing that could impact profit margin as AI expands in products. The EU has proposed an AI legal framework, which could increase research and development burden.
In March 2023 Atlassian announced a plan to reduce global headcount by about 5% and consolidate office space; the filing says the restructuring may not achieve anticipated customer alignment or operational efficiencies, could cost more than expected, and may disrupt operations or cause unplanned attrition. Fiscal year 2023 restructuring charges totaled $96.9 million.
For fiscal year 2023, over 40% of revenue came from channel partners' sales efforts, and partner agreements are non-exclusive, meaning partners may offer competing products and may cease marketing Atlassian products with little or no notice. Failure to maintain partner relationships could harm growth.
Credit Facility contains financial and non-financial covenants and a floating interest rate tied to SOFR; the fully drawn $1.0 billion Term Loan Facility begins quarterly principal amortization on October 31, 2023, and debt level may limit flexibility or require cash that would otherwise fund operations.
In February 2023 a purported securities class action complaint was filed against Atlassian and certain officers in U.S. federal court; involvement could subject it to substantial costs and divert management resources.
Research and development expenses were 53% of revenue in fiscal year 2023 and 46% in fiscal year 2022; if these investments do not translate into new products or enhancements, or are not used efficiently, business and results could be harmed.
Business model relies on high volume and affordable pricing, but competitors introducing lower-cost or free products could make it harder to generate new customers. A majority of users historically never convert from free trials, limited free versions, or starter licenses to paid versions, so the marketing strategy may not realize intended benefits.
