Summary

Adobe closed fiscal 2015 with fourth-quarter revenue of $1.31 billion, up 21.7% from the prior-year quarter. Gross profit was $1.11 billion, up 21.1%. Operating income reached $290.43 million, up 133.3%, and net income was $222.70 million, up 152.7%. Diluted EPS came in at $0.44, up 158.8%. Gross margin slipped to 84.6%, down 0.4 percentage points. Operating margin expanded to 22.2%, up 10.6 percentage points. Operating cash flow was $454.52 million, up 13.7%, while capital expenditures rose 75.9% to $64.68 million. Current deferred revenue increased 30.6% to $1.43 billion.

For the full fiscal year, revenue was $4.80 billion, up 15.6%. Gross profit was $4.05 billion, up 14.9%. Operating income was $903.10 million, up 118.8%, and net income was $629.55 million, up 134.6%. Diluted EPS was $1.24, up 134.0%. Operating cash flow for the year was $1.47 billion, up 14.1%. Capital expenditures were $184.94 million, up 24.7%. Gross margin for the year was 84.5%, down 0.5 percentage points, while operating margin was 18.8%, up 8.9 percentage points.

The subscription transition continued to drive key performance metrics. Total Creative ARR exiting fiscal 2015 was $2.60 billion, up from $1.61 billion at the end of fiscal 2014. Paid Creative Cloud subscriptions reached 6.167 million, up 78% from 3.458 million. Document Cloud ARR grew to $397 million from $265 million. Total Digital Media ARR was approximately $3.00 billion, up from $1.88 billion. Adobe Marketing Cloud revenue grew 16% year over year. Subscription revenue reached 67% of total revenue, up from 50%. The company completed its $807.5 million acquisition of Fotolia during fiscal 2015 and integrated it into the Digital Media segment. Unbilled deferred revenue backlog stood at approximately $2.89 billion as of November 27, 2015, with 40% to 50% not reasonably expected to be billed during fiscal 2016. That backlog was $2.19 billion as of November 28, 2014, updated to include $433 million of individual annual subscriptions.

Guidance context centers on tax and accounting changes. In December 2015, the United States Congress passed a permanent extension of the federal research and development tax credit. Adobe expects its income tax provision for the first quarter of fiscal 2016 to include a discrete tax benefit for the 2015 credit, which will reduce the effective tax rate for that quarter and, to a lesser extent, the effective annual tax rate. The new revenue standard, ASU 2014-09, is effective for Adobe in the first quarter of fiscal 2019. The company has not yet selected a transition method. Revaluing ending fiscal 2015 ARR using currency rates at the beginning of fiscal 2016, Digital Media ARR would be $2.88 billion, approximately $114 million lower than reported. Subsequent to November 27, 2015, Adobe entered into a structured stock repurchase agreement with a $150 million prepayment, leaving $1.43 billion under its current authority. During fiscal 2015, Adobe repurchased approximately 8.1 million shares at an average price of $77.38 through structured repurchase agreements.

Risks remain tied to estimates and external factors. Revenue recognition involves assumptions about multiple-element arrangements, VSOE, and BESP. Product returns, price protection, and channel inventory estimates could differ from actual results. Foreign currency fluctuations affect revenue and ARR. Adobe faces a current IRS examination of its fiscal 2010, 2011 and 2012 tax returns, and future examinations may focus on intercompany transfer pricing. Changes in tax laws or interpretations could raise the effective tax rate. The effective tax rate increased by approximately two percentage points in fiscal 2015 compared to fiscal 2014. Goodwill impairment testing in the second quarter of fiscal 2015 showed no impairment. The company also reversed a previously anticipated loss associated with the HTEAL proceedings, which reduced general and administrative expenses. Restructuring plans are substantially complete.

Risks

HIGHData Privacy

The October 6, 2015 invalidation of the U.S.-EU Safe Harbor framework and the later invalidation of the U.S.-Swiss Safe Harbor framework require Adobe to establish alternate legitimate means for transferring European personal data. Differing interpretations among European regulators could reduce demand for Adobe services, restrict its ability to offer services in certain locations, or subject it to fines and data transfer prohibitions.

HIGHCloud Transition

Adobe's shift to Creative Cloud, Document Cloud, and ETLAs makes revenue recognition dependent on deferred revenue and renewal rates. MD&A reports subscription revenue rose to 67% of total revenue in fiscal 2015 from 50% in fiscal 2014, total deferred revenue increased 29% to $1.49 billion as of November 27, 2015, and unbilled deferred revenue backlog was approximately $2.89 billion with 40% to 50% not reasonably expected to be billed during fiscal 2016, so a decline in new or renewed subscriptions may not immediately appear in reported results but could reduce future revenue.

HIGHSecurity Incident

Adobe has previously disclosed breaches of data security systems and access to certain source code by hackers. Security vulnerabilities in products and systems could lead to reduced revenue, liability claims, loss of trade secret protection, and customer attrition.

MEDIUMForeign Currency

MD&A reports fiscal 2015 revenue was reduced by $191.6 million from currency movements, with hedging offsetting $56.3 million, for a net negative impact of $135.3 million. Revaluing ending Digital Media ARR at fiscal 2016 currency rates would lower it by approximately $114 million to $2.88 billion.

MEDIUMCompetition

Adobe faces intense competition, evolving industry standards, disruptive technology, price sensitivity, and digital application marketplaces with exclusive distribution for certain platforms. These factors could pressure pricing and gross margins, and gross margin was down 0.4 percentage points in FY2015 Q4 and down 0.5 percentage points for FY2015 year to date.

MEDIUMSales Cycle

Enterprise offerings including Adobe Marketing Cloud and Digital Media ETLAs have multi-phased, complex sales cycles, and a higher percentage of quarterly sales historically occurs in the final weeks of each quarter. This makes it difficult to predict when a given sales cycle will close and could cause revenue shortfalls.

MEDIUMAcquisition Integration

Adobe completed the $807.5 million Fotolia acquisition in fiscal 2015 and integrated it into its Digital Media segment. Integration risks include retaining personnel and customers, achieving financial and strategic goals, and potential impairment or accounting issues.

MEDIUMTax Regulatory

Adobe is subject to a current IRS examination of its fiscal 2010, 2011, and 2012 tax returns focused on intercompany transfer pricing and other matters. Changes in tax rules or adverse examination outcomes could affect its effective tax rate, which increased by approximately two percentage points in fiscal 2015 compared with fiscal 2014.

MEDIUMAccounting Standard

The FASB's ASU 2014-09 revenue recognition standard is effective for Adobe in the first quarter of fiscal 2019, and Adobe has not yet selected a transition method or evaluated the effect. Adoption could materially change reported revenue and require significant changes to systems, processes, and controls.

LOWClimate Change

Adobe's major sites in California and India are vulnerable to prolonged droughts due to climate change. Natural disasters or resource constraints could disrupt operations, require recovery time, and add costs to resume operations.
