Gross profit was $912.38 million, up 2.0%, while gross margin slipped 0.8 percentage points to 85.0%. Operating income rose 21.1% to $124.50 million, and operating margin expanded 1.7 percentage points to 11.6%. Net income increased 34.9% to $88.14 million. Diluted EPS rose 30.8% to $0.17. Operating cash flow climbed 26.9% to $399.75 million. Capital expenditures rose 4.7% to $36.78 million. The current portion of deferred revenue was $1.10 billion, up 41.6% from the prior-year quarter.

For the full fiscal year, revenue rose 2.3% to $4.15 billion. Gross profit increased 1.6% to $3.52 billion, but gross margin fell 0.5 percentage points to 85.0%. Operating income declined 2.4% to $412.68 million, and operating margin fell 0.5 percentage points to 10.0%. Net income dropped 7.4% to $268.40 million. Diluted EPS fell 5.4% to $0.53. Operating cash flow grew 11.8% to $1.29 billion. Capital expenditures decreased 21.2% to $148.33 million. The annual results show revenue growth alongside lower operating and net income, with cash generation still improving.

Operationally, Adobe exited fiscal 2014 with 3.454 million paid Creative Cloud subscriptions, up 140% from 1.439 million at the end of fiscal 2013. Total Creative ARR was $1.68 billion, up from $801 million. Document Services ARR grew to $271 million, up from $143 million. Total Digital Media ARR reached $1.95 billion, up from $944 million. Revalued using currency rates at the beginning of fiscal 2015, Digital Media ARR would be $1.88 billion, approximately $72 million lower. Subscription revenue as a percentage of total revenue increased to 50% from 28% and 15% compared with fiscal 2013 and 2012. Adobe Marketing Cloud revenue increased 15% during fiscal 2014. AEM and Adobe Campaign achieved approximately 75% term-based contracts this year, up from approximately 45% in fiscal 2013 and compared with an expected 60%. The company also saw increased customer adoption of term-based licensing of AEM and Adobe Campaign, which it believes is resulting in larger customer engagements, more predictable revenue and higher long-term revenue growth. Unbilled deferred revenue backlog was approximately $1.7 billion as of November 28, 2014, of which approximately 60% to 65% is not reasonably expected to be billed during fiscal 2015. As of November 29, 2013, it was approximately $1.0 billion.

Guidance and subsequent events point to tax and capital allocation changes. In December 2014, the United States Congress passed an extension of the federal research and development tax credit through December 31, 2014. Adobe expects its income tax provision for the first quarter of fiscal 2015 to include a discrete tax benefit that will reduce its effective tax rate for the quarter and, to a lesser extent, the effective annual tax rate. In December 2014, Adobe entered a definitive agreement to acquire Fotolia for approximately $800 million in cash. Subsequent to November 28, 2014, the Board approved a new stock repurchase program granting authority to repurchase up to $2.0 billion in common stock through the end of fiscal 2017. Risks include assumptions and judgments in revenue recognition, estimates for product returns and price protection, business combination valuations, goodwill impairment, income taxes, foreign currency fluctuations, customer financial circumstances, and timing of renewals. Adobe is subject to a current IRS examination of its fiscal 2010, 2011 and 2012 tax returns. Foreign currency fluctuations affected revenue, with the U.S. Dollar strengthening against the Japanese Yen and other Asian currencies and weakening against the Euro and British Pound for the majority of fiscal 2014. The company's effective tax rate increased by approximately seven percentage points during fiscal 2014 compared to fiscal 2013, primarily due to the expiration of the federal research and development tax credit in December 2013 and stronger domestic profits. As of November 28, 2014, there were no outstanding borrowings under the $1.0 billion credit agreement, and the entire credit line remains available for borrowing. The company intends to refinance the current portion of its debt on or before the due date using either newly issued debt or drawings from its existing revolving credit agreement. In anticipation of this refinancing, Adobe entered into an interest rate lock agreement subsequent to November 28, 2014, which fixed a benchmark U.S. Treasury rate for an aggregate notional amount of $600.0 million. The shift to Creative Cloud subscriptions and ETLAs has made perpetual revenue from creative professional products immaterial by the fourth quarter of fiscal 2014.

Risks

HIGHBusiness Model Transition

Adobe's shift from perpetual CS6 licenses to Creative Cloud subscriptions and ETLAs may reduce short-term revenue and requires continued cloud investment; MD&A states perpetual revenue for CS6 was immaterial by Q4 FY2014 and removal of CS6 general availability could further reduce revenues in the short term.

HIGHRevenue Recognition

Subscription and ETLA revenue recognized ratably means a decline in new or renewed subscriptions may not immediately appear in reported results but could reduce future revenue; MD&A reports deferred revenue (current portion) of $1.10B, up 41.6% versus prior-year quarter, and unbilled deferred revenue backlog of about $1.7B as of Nov 28, 2014.

HIGHRenewal Rates

Adobe cannot accurately predict subscription renewal rates, and customers have no obligation to renew; MD&A highlights 3.454 million paid Creative Cloud subscriptions exiting FY2014, up 140% from 1.439 million, and Digital Media ARR of $1.95B, up 106%, making renewal performance critical.

HIGHCybersecurity Incident

Security vulnerabilities and past breaches could lead to reduced revenues, liability claims and customer loss; the filing states certain parties have in the past breached data-security systems and hackers have accessed certain source code, and cyber-attackers focus on popular offerings like Adobe's.

MEDIUMSales Cycle

Enterprise offerings such as Adobe Marketing Cloud and ETLAs have long and complex sales cycles, with a higher percentage of quarterly sales occurring in final weeks; MD&A notes AEM and Adobe Campaign term-based contracts reached about 75% in FY2014 versus expected 60%, shifting revenue to ratable recognition.

MEDIUMMacroeconomic

Uncertain economic and political conditions can delay technology purchases and lengthen sales cycles; MD&A reports APAC revenue decreased 18% in FY2014 due to slower Creative Cloud adoption in Japan and a stronger U.S. dollar against the Japanese Yen and other Asian currencies.

MEDIUMTax

Changes in tax rules and audits could raise Adobe's effective tax rate; MD&A states the effective tax rate increased to 26% in FY2014 from 19% in FY2013, primarily due to expiration of the federal R&D tax credit and stronger domestic profits, and the IRS is examining fiscal 2010, 2011 and 2012 returns.

MEDIUMData Hosting

Some services rely on hosted infrastructure with limited redundancy; many critical applications reside in only one data center, and interruptions or failures at Adobe or third-party providers could disrupt Creative Cloud, Adobe Marketing Cloud and online store services.

MEDIUMRegulatory

Expanding privacy and data protection laws could affect Adobe's cloud and marketing services; Adobe collects and stores personal information for customers and relies on customer representations without formal audits, exposing it to regulatory action and reputational harm.

MEDIUMAcquisition

Adobe may not realize anticipated benefits from acquisitions and integration may disrupt operations; MD&A states Adobe entered a definitive agreement in December 2014 to acquire Fotolia for approximately $800 million in cash, following prior Neolane and Behance acquisitions.

MEDIUMDebt

Adobe has $1.5B in senior notes outstanding and a $1.0B undrawn revolver; the $600M 2015 notes were reclassified as current debt and Adobe intends to refinance them, with credit rating downgrades potentially increasing costs or restricting financing.

MEDIUMCompetition

Intense competition, evolving business models and digital application marketplaces with exclusive distribution could pressure pricing and gross margins; MD&A notes Adobe Marketing Cloud revenue increased 15% in FY2014, but competitors may have larger developer networks or sales resources.
