Summary
Adobe closed fiscal 2013 with a fourth quarter that showed the financial strain of its subscription transition. Revenue for the quarter ended November 29, 2013 was $1.04 billion, down 9.7% from the prior-year quarter. Gross profit fell 13.1% to $894.18 million. Operating income dropped 66.6% to $102.84 million. Net income declined 70.6% to $65.32 million. Diluted EPS was $0.13, down $0.31 from the prior-year quarter. Gross margin was 85.8%, down 3.3 percentage points. Operating margin was 9.9%, down 16.8 percentage points. The quarter's revenue decline was driven by lower perpetual license revenue as customers moved to Creative Cloud. The profit compression reflects the shift from perpetual licenses to subscriptions, which spreads revenue over time while costs remain.
The full fiscal year tells the same story. Revenue for fiscal 2013 was $4.06 billion, down 7.9% from fiscal 2012. Gross profit was $3.47 billion, down 11.5%. Operating income was $422.72 million, down 64.2%. Net income was $289.98 million, down 65.2%. Diluted EPS was $0.56, down $1.10. Operating cash flow was $1.15 billion, down 23.2%. Capital expenditures were $188.36 million, down 30.5%. Deferred revenue, current portion, was $775.54 million at November 29, 2013, up 38.1% from November 30, 2012. Gross margin for the year was 85.5%, down 3.5 percentage points. Operating margin was 10.4%, down 16.4 percentage points. Management attributes the net income decline to the more ratable revenue model and to cost and expense increases that did not fall with revenue.
Operational metrics show the transition is gaining traction. Adobe exited fiscal 2013 with 1.4 million paid Creative Cloud subscriptions, up from 0.3 million at the end of fiscal 2012. Total Creative ARR was $768.0 million, up from $155.0 million. Digital Media ARR reached $911.0 million as of November 29, 2013, an increase of $707.0 million, or 347%, from $204.0 million as of November 30, 2012. Document Services ARR grew to $143.0 million from $49.0 million. Subscription revenue as a percentage of total revenue rose to 28% in fiscal 2013 from 15% in fiscal 2012 and 11% in fiscal 2011. Adobe Marketing Cloud revenue increased 26% in fiscal 2013 and 35% in fiscal 2012. The company also integrated Neolane and Behance into its Digital Marketing and Digital Media segments, respectively. Unbilled deferred revenue backlog stood at approximately $1.0 billion as of November 29, 2013.
Risks remain tied to execution and external factors. Management expects the subscription shift to continue to reduce perpetual license revenue and says expenses are not expected to decline in correlation, which will keep pressure on net income and operating margin in the near term. The company sees long-term revenue growth from a larger customer base and more recurring revenue. It also faces higher professional and legal fees from the network attacks discovered in September 2013. The IRS is examining fiscal 2010, 2011 and 2012 tax returns, and future examinations may focus on intercompany transfer pricing. Foreign currency movements reduced revenue by $63.4 million in fiscal 2013, partly offset by $36.0 million in hedging gains. Adobe repurchased 21.6 million shares at an average price of $46.47 during fiscal 2013, and after the quarter it entered a $200.0 million structured repurchase agreement, leaving $600.0 million under its current authority. The company has $2.0 billion in stock repurchase authority through the end of fiscal 2015.

Risks
Adobe discontinued future development of perpetually licensed Creative Suite products in fiscal 2013 to focus Digital Media on Creative Cloud, and the filing states revenues are expected to decline over the short term and may decline over the long term as a result. In FY2013 year to date, total revenue was $4.06B, down 7.9% from the prior-year period, and net income was $290.0M, down 65.2%.
Creative Cloud individual agreements are generally month to month or one year, ETLAs are generally three years, and customers have no obligation to renew; renewal rates may decline or fluctuate. Adobe exited fiscal 2013 with 1.4 million paid Creative Cloud subscriptions, up from 0.3 million at the end of fiscal 2012, making renewal execution critical.
A portion of subscription revenue each quarter comes from recognition of deferred revenue from prior subscription agreements, so a decline in new or renewed subscriptions may not be immediately reflected in reported results and could reduce future revenue. Total deferred revenue was $828.8M as of November 29, 2013, up $209.2M or 34% from November 30, 2012.
The filing states that attacks on Adobe's network were discovered in September 2013, and risk factors note that hackers have accessed certain source code in the past and may obtain access in the future. Actual or perceived security vulnerabilities could lead customers to reduce or delay purchases, harm reputation, and increase costs.
Markets are characterized by intense competition, evolving standards, emerging business models, price sensitivity, and alternatives with limited functionality at lower cost or free. Digital application marketplaces often have exclusive distribution for certain platforms, and consolidation among competitors may increase pressure.
New business models are more highly regulated, especially privacy and data security, and Adobe is expanding into countries with more stringent data protection laws. Compliance costs and liability exposure are expected to increase, and perceived privacy invasions could lead to class actions, reputational harm, or regulatory claims.
Ingram Micro remained Adobe's top customer but revenue from it declined to less than 10% of net revenue in fiscal 2013; if any agreement with Ingram Micro were terminated, a prolonged delay in securing a replacement distributor could negatively impact short-term results. Distributors also sell competitors' products and may not market Adobe's products effectively.
Adobe completed the acquisitions of Neolane for $616.7M and Behance for $111.1M in fiscal 2013 and began integrating them into Digital Marketing and Digital Media. Integration risks include difficulty retaining personnel and customers, disruption of ongoing business, and failure to achieve anticipated benefits.
Uncertainty about economic and political conditions could cause customers to delay or reduce technology, advertising, or marketing spending, leading to lower sales, longer sales cycles, and increased price competition. Adobe's customers include government entities, and U.S. federal or state spending cuts could reduce revenues.
Adobe is subject to a current IRS examination of fiscal 2010, 2011, and 2012 tax returns focused on intercompany transfer pricing, and changes in tax rules or interpretations could adversely affect its effective tax rate. The effective tax rate decreased by approximately seven percentage points in fiscal 2013 compared to fiscal 2012, primarily due to retroactive reinstatement of the U.S. R&D credit.
