Summary
Adobe's fiscal 2024 third quarter, ended Aug. 30, 2024, showed broad growth in the core subscription business. Total revenue was $5.41 billion, up 10.6% from the prior-year quarter. Gross profit was $4.85 billion, up 12.6%, and gross margin reached 89.8%, up 1.6 percentage points. Operating income was $1.99 billion, up 17.4%, with operating margin at 36.8%, up 2.1 percentage points. Net income was $1.68 billion, up 20.0%, and diluted EPS was $3.76, up $0.71, or 23.3%. The quarter's profitability improved on a GAAP basis. The nine-month view was mixed. Revenue for the first nine months was $15.90 billion, up 10.7%, but operating income was $4.78 billion, down 2.5%, and net income was $3.88 billion, down 1.7%. Diluted EPS for the nine months was $8.58, flat compared with the prior-year period.
Operational momentum centered on Digital Media. Net new Digital Media ARR was $504 million in the quarter, and exiting Digital Media ARR reached $16.76 billion. Creative ARR was $13.45 billion, and Document Cloud ARR was $3.31 billion. Remaining performance obligations exiting the quarter were $18.14 billion, up 15.4% from the prior-year quarter. Deferred revenue was $5.91 billion, up 7.8%. Those metrics point to a healthy backlog and recurring revenue base. Adobe highlighted AI innovation across Creative Cloud, Document Cloud and Experience Cloud, including Firefly, Acrobat AI Assistant, Adobe Express, Experience Platform AI Assistant and GenStudio. Cash generation was solid in the quarter, with operating cash flow of $2.02 billion, up 7.9%. For the nine months, operating cash flow was $5.14 billion, down 10.0%. Capital expenditures were $57 million in the quarter, down 37.4%, and $135 million for the nine months, down 56.9%. Adobe also repurchased approximately 5.2 million shares during the quarter.
Management's guidance for the fourth quarter of fiscal 2024 points to continued top-line expansion. Total revenue is targeted at $5.50 billion to $5.55 billion. Digital Media net new ARR is targeted at $550 million. Non-GAAP diluted EPS is targeted at $4.63 to $4.68. The targets assume a diluted share count of 445 million. The company said the fourth-quarter targets factor in current macroeconomic conditions and year-end seasonal strength.
Risks remain tied to the broader environment. Adobe cited macroeconomic conditions, inflationary pressures, interest rates, foreign currency fluctuations, potential economic slowdowns or recessions, and geopolitical pressures, including current and future trade regulations. The company also flagged risks around AI development and use, competition, security incidents, litigation and regulatory inquiries, tax law changes, and third-party business relationships. Its large global footprint and subscription model make revenue relatively predictable, but the filing notes that the longer-term effects of these conditions remain uncertain. The company also has significant capital return commitments and debt obligations, which could affect flexibility if market conditions change. Adobe maintains a $1.5 billion revolving credit agreement and a $3 billion commercial paper program, with no outstanding borrowings under either as of Aug. 30, 2024.
Non-GAAP results were stronger than GAAP results. Non-GAAP operating income was $2.52 billion, non-GAAP net income was $2.08 billion, and non-GAAP diluted EPS was $4.65. The gap reflects stock-based and deferred compensation expense, amortization of intangibles, and related tax adjustments. Adobe's GAAP results include these items, so the non-GAAP figures should be read alongside the GAAP figures. The quarter showed solid growth in revenue and profits, with ARR and RPO supporting the recurring revenue story, while the year-to-date profit decline and external risks keep the outlook balanced.

Risks
Adobe faces increasing competition from companies offering text-to-image generative AI technology that may compete directly with its creative offerings, and competitors may incorporate AI into their offerings more successfully and achieve faster adoption. The filing states the markets for standalone AI offerings are highly competitive and rapidly evolving.
The filing warns that generative AI provides new ways of marketing, creating content and interacting with documents that could disrupt industries in which Adobe operates, and there is no assurance Adobe Firefly or its broader AI innovation across Creative Cloud, Document Cloud and Experience Cloud will be successful or keep pace with rapid AI evolution.
Developing, testing and deploying AI systems may increase the cost of Adobe's offerings, including computing costs, and these costs could adversely impact margins as Adobe adds AI capabilities and scales AI offerings without assurance that customers and users will adopt them.
Adobe's acquisition and investment strategy carries integration, regulatory approval and benefit-realization risks, and the filing notes increased global scrutiny of acquisitions. The nine months ended August 30, 2024 included a $1 billion Figma termination fee that adversely impacted net income and cash flows from operations.
AI regulation is in nascent stages globally and may increase research and development costs, expand liability for customer or user use of AI, create inconsistent legal frameworks across jurisdictions, and require changes to AI development practices, monetization strategies or indemnity protections.
The filing states that challenges in detecting patent infringement pertaining to generative AI technologies may make it more difficult to protect Adobe's generative AI and related innovations with patents, and if Adobe uses generative AI in creating source code, it may not be able to rely on copyright to protect that intellectual property.
As of August 30, 2024, Adobe had $5.65 billion in senior unsecured notes outstanding and a $3 billion commercial paper program with no amounts outstanding, plus a $1.5 billion undrawn revolver. Interest expense increased 89% for the quarter and 40% year to date, primarily due to senior notes issued in April 2024.
Adobe's enterprise offerings, including Adobe Experience Cloud and Enterprise Term License Agreements, have extended and complex sales cycles that may increase costs, reduce predictability and require greater sales support. The filing also notes enterprise sales are historically uneven, with a higher percentage of a quarter's total sales occurring in the final weeks.
Adobe is exposed to inflationary pressures, interest rates, foreign currency fluctuations, potential economic slowdowns or recessions and geopolitical pressures, including unknown impacts of current and future trade regulations. The MD&A states these factors make forecasting and long-term implications uncertain.
The technology industry faces substantial and continuous competition for talent, particularly with cybersecurity and AI backgrounds, and Adobe may experience higher compensation costs to retain and recruit senior management and highly skilled personnel. Hybrid work may also present operational and culture challenges.
Adobe is subject to expanding global privacy, data protection and security laws, including the GDPR, China's Personal Information Protection Law and U.S. state laws, and cross-border data transfer mechanisms such as Standard Contractual Clauses and the EU-US Data Privacy Framework face legal challenges. Noncompliance could lead to fines, restrictions on sales and reputational harm.
Changes in tax rules or interpretations could adversely affect Adobe's effective tax rate. The nine months ended August 30, 2024 effective tax rate increased to 22% from 21% in the year-ago period, primarily due to the Figma acquisition termination fee that was not deductible for financial statement purposes.
