Operationally, CS5 adoption drove the Creative Solutions segment to 37% year-over-year growth. CS5 revenue has grown approximately 15% since release compared to a comparable period for CS4. The Knowledge Worker segment grew 18% on Acrobat demand. The Enterprise segment grew 31% on Connect and LiveCycle. Omniture maintained momentum with 1.26 trillion user transactions, up 10% year over year. The Platform segment declined 9% due to lower OEM revenue. Print and Publishing grew 23% on a non-recurring revenue deal and new products. The nine-month results benefited from an extra week in Q1 fiscal 2010 because fiscal 2010 is a 53-week year.

Capital allocation and acquisitions were active. The company issued $600.0 million of 3.25% senior notes due February 1, 2015 and $900.0 million of 4.75% senior notes due February 1, 2020. It repaid a $1.0 billion credit facility. It made a $31.1 million semi-annual interest payment in August 2010. It entered a sale-leaseback for $32.2 million of equipment. The Board authorized up to $1.6 billion in stock repurchases through fiscal 2012. Subsequent to the quarter, it entered a $200.0 million structured repurchase, leaving $1.0 billion remaining. In July 2010, it agreed to acquire Day Software for 139 Swiss Francs per share, valued at approximately 254.7 million Swiss Francs, hedged with a forward contract for 254.7 million Swiss Francs for $242.5 million, with a market value of $8.1 million as of September 3, 2010.

The MD&A includes forward-looking statements about product plans, future growth and market opportunities. It flags risks around revenue recognition estimates, product returns, price protection, foreign currency, and acquisition integration. It also notes critical accounting policies for revenue recognition, stock-based compensation, goodwill impairment and income taxes. The company has four active restructuring plans: fiscal 2009, fiscal 2008, Omniture and Macromedia. Management believes existing cash and cash equivalents, short-term investments and cash generated from operations will be sufficient to meet working capital and operating resource expenditure requirements for the next twelve months.

Risks

HIGHCompetition

Competition risk is materially expanded with named threats: Microsoft Windows XPS and Office PDF save compete with Adobe PDF; Microsoft Expression Studio competes with Creative Suite; Microsoft Silverlight and Visual Studio, Oracle JavaFX, and HTML5 compete with Flash, Flex, and AIR; Google Analytics is free and competes with Adobe Online Marketing Suite. MD&A reports Platform revenue decreased 9% in FY2010 Q3 and 1% year to date due to lower OEM and developer tool revenue.

HIGHSaaS Transition

The Omniture SaaS model relies on subscription agreements generally one to three years, but customers have no obligation to renew and some can cancel early. Subscription revenue was $98.6 million in FY2010 Q3, with $74.9 million from Omniture, and deferred revenue was up 99.6% current quarter vs prior-year quarter, increasing dependence on renewal and revenue recognition assumptions.

HIGHAcquisition Integration

Adobe completed Omniture in October 2009 and announced intent to acquire Day in July 2010. The filing lists integration risks including retaining key personnel and customers, disruption of ongoing business, and inability to achieve financial and strategic goals. MD&A says Omniture is expected to significantly impact financial position, results of operations, and cash flows.

HIGHData Security

The filing highlights specific security vulnerabilities in certain products that could crash applications or allow attacker control, and hosted services like Omniture hold large amounts of customer data. Unauthorized access, data loss, or privacy breaches could lead to liability, customer loss, and reputational harm.

MEDIUMConcentration Risk

A significant amount of application product revenue comes from three distributors: Ingram Micro 13%, Tech Data 6%, and Douglas Stewart 6% of net revenue for the third quarter of fiscal 2010. Termination or financial weakness of a distributor could cause a short-term revenue loss.

MEDIUMMacroeconomic

The filing re-emphasizes continued uncertainty in economic conditions and financial markets, which could cause customers to delay or reduce technology, advertising, or marketing spending, leading to longer sales cycles and increased price competition. MD&A notes weakness relative to expectations in Japan and the U.S. education business within Creative Solutions.

MEDIUMDebt

Adobe issued $1.5 billion of senior unsecured notes in fiscal 2010 and has a $1.0 billion revolving credit facility. Interest expense was $16.4 million in FY2010 Q3 and $40.2 million year to date, and non-operating income (expense), net was $(5.3) million in the quarter, down 178% vs prior-year quarter. Covenants and rating changes could affect liquidity.

MEDIUMRegulatory

As Adobe expands SaaS and online advertising, privacy and data protection laws in the U.S. and internationally could restrict collection, use, storage, or transmission of customer data, increase compliance costs, and create liability. The filing notes laws in privacy and online advertising are likely to be passed in the future.

MEDIUMTalent Retention

Adobe depends on senior management and highly skilled personnel, especially in the San Francisco Bay Area. Equity compensation is a key retention mechanism, and accounting rules requiring expensing of equity compensation may impair its use without significant cost.

MEDIUMPlatform Dependence

Adobe offers desktop products primarily on Windows and Macintosh and server products on Linux, Windows, and UNIX. Slowdown in PC purchases, difficulty transitioning to new operating systems, or demand for products on platforms like Apple iPhone or iPad before Adobe offers them could harm the business.

MEDIUMAccounting

Adobe early adopted new multiple-deliverable revenue accounting in fiscal 2010, using BESP when VSOE or TPE is unavailable. MD&A says future go-to-market strategies could cause revenue recognition for multiple-element arrangements to differ materially from the current period, though total contract revenue would not change.

MEDIUMTax

Adobe is subject to IRS examination of fiscal 2005, 2006, and 2007 tax returns focusing on intercompany transfer pricing. The gross liability for unrecognized tax benefits was $212.7 million at September 3, 2010, and the effective tax rate increased one percentage point in the quarter due to expiration of the U.S. research and development credit.

MEDIUMInternational

Almost 50% of total revenue comes from outside the Americas and approximately 45% of employees are outside the U.S. Foreign currency fluctuations reduced EMEA revenue by $20.3 million in FY2010 Q3, and global operations expose Adobe to regulatory, tax, and compliance risks.

MEDIUMGoodwill Impairment

Adobe has significant goodwill and amortizable intangible assets from acquisitions including Omniture. If stock price, market capitalization, future cash flows, or industry growth rates decline, Adobe may record a significant impairment charge.
