Summary
Pegasystems posted a 15.8% decline in GAAP revenue to $274.34 million for the second quarter of fiscal 2022. Revenue for the first six months was $650.64 million, up 1.8% from the prior-year period. The mix continued to shift toward cloud and subscription offerings. Total annual contract value rose 14% to $1.03 billion at June 30, 2022, and increased 19% in constant currency. Pega Cloud ACV climbed 32% to $404.1 million, subscription services ACV rose 15% to $717.4 million, and subscription license ACV increased 12% to $310.1 million. Maintenance ACV slipped 1% to $313.3 million. Management said Pega Cloud accounted for 70% of new client commitments in the first half of 2022. The revenue decline reflected the subscription transition. The filing said lower subscription license revenue came from several large software license contracts recognized in the prior-year period, while consulting revenue rose on higher consultant billable hours in North America.
Profitability deteriorated sharply. Gross profit was $179.22 million, down 25.7%, and gross margin fell to 65.3%, down 8.7 percentage points from the prior-year quarter. The company recorded an operating loss of $85.04 million, compared with operating income in the prior-year quarter, and operating margin was -31.0%, down 31.4 percentage points. Net loss was $286.30 million, compared with net income in the prior-year quarter, and diluted loss per share was $3.50, compared with diluted earnings per share in the prior-year quarter. For the first six months, net loss was $286.68 million, down from net income in the prior-year period, and diluted loss per share was $3.51, down from diluted earnings per share in the prior-year period. On a non-GAAP basis, second-quarter net loss was $31.4 million and diluted loss per share was $0.38, compared with non-GAAP net income of $21.8 million and diluted earnings per share of $0.25 in the prior-year quarter. First-half non-GAAP net income was $18.8 million, compared with $45.4 million in the prior-year period, and non-GAAP diluted earnings per share was $0.22, compared with $0.53.
Cash flow and backlog gave a mixed read. Operating cash flow was -$20.18 million for the quarter, down from the prior-year quarter. For the first six months, operating cash flow was -$5.07 million, compared with positive operating cash flow in the prior-year period. Capital expenditures were $5.21 million in the quarter, up 119.0%, and $11.86 million for the first six months, up 185.1%. Deferred revenue was $274.54 million, up 10.6% from the prior-year quarter. Remaining performance obligations, or backlog, rose 9.2% to $1.13 billion. On a constant currency basis, backlog was $1.18 billion, up 15%. The MD&A attributes the operating cash flow swing to the subscription transition, increased research and development and selling and marketing investments, and legal fees from proceedings outside the ordinary course.
The results carry a long transition and heavy costs. Management expects the subscription transition to finish in 2024 and aims to become a Rule of 40 company in 2024. That Rule of 40 target is a multi-year objective, not next-quarter or full-year guidance. Legal fees and related expenses from proceedings outside the ordinary course continue to weigh on results, and the company expects more of those costs in 2022. A deferred tax valuation allowance also pushed the net loss far below the operating loss. The filing lists global economic and political uncertainty, COVID-19, the war in Ukraine, foreign currency exchange rates, reliance on third-party hosting providers, compliance with debt covenants, the convertible senior notes and capped call transactions, cyber attacks, client retention, and the subscription transition as risks. Management said direct exposure to Ukraine, Russia, and Belarus is not material.
The quarter left a company growing annual contract value and backlog while GAAP revenue and earnings shrink. The second quarter showed the subscription transition cutting reported license revenue and pressuring margins. Cloud adoption and constant currency backlog growth are the main offsets. The company believes current cash, cash flow from operations, borrowing capacity, and capital market access can fund operations, stock repurchases, and quarterly dividends for at least the next 12 months. It had no outstanding borrowings under its credit facility as of June 30, 2022. The path to the 2024 Rule of 40 target depends on completing the subscription transition and controlling litigation and tax costs.

Risks
Pega is party to litigation with Appian Corp. The filing states it cannot reasonably estimate possible damages due to uncertainty over post-trial motions, appellate proceedings, and a potential new trial. An unfavorable outcome could require debt or capital market transactions and may accelerate liabilities under its Convertible Senior Notes and credit facility.
MD&A reports legal fees and related expenses from litigation proceedings outside the ordinary course of business and expects to continue incurring additional expenses for these proceedings in 2022. These costs contributed to increases in general and administrative expenses.
The company is transitioning to sell software primarily through subscription arrangements, expected to complete in 2024. This transition impacted revenue and cash collections; current quarter revenue decreased 15.8% and gross profit decreased 25.7% versus the prior-year quarter, while subscription license revenue fell due to large license contracts recognized in the prior-year period.
MD&A and critical accounting policies disclose a valuation allowance recorded against deferred tax assets during Q2, contributing to income tax expense and the quarter's net loss. This may affect future effective tax rate and financial results.
The company relies on patents, copyrights, trademarks, trade secrets, and confidentiality agreements to protect proprietary rights. It cannot be certain these protections will be adequate, that patents will not be challenged or invalidated, or that foreign laws will protect its rights as effectively as U.S. law. Third parties have claimed and may claim infringement or misappropriation.
Revenue can fluctuate based on client preferences for perpetual versus subscription offerings and the timing of large license deals. MD&A attributes decreases in subscription license revenue in the current quarter and year to date primarily to several large software license contracts recognized in the prior-year periods.
Operating cash flow decreased 126.1% year to date and current quarter operating cash flow was negative $20.2 million. The subscription transition, increased investments, and litigation-related expenses have reduced cash provided by operating activities.
